The main objective of this paper is to study the behavior of a daily calibration of a multivariate stochastic volatility model, namely the principal component stochastic volatility (PCSV) model, to market data of plain vanilla options on foreign exchange rates. To this end, a general setting describing a foreign exchange market is introduced. Two adequate models—PCSV and a simpler multivariate Heston model—are adjusted to suit the foreign exchange setting. For both models, characteristic functions are found which allow for an almost instantaneous calculation of option prices using Fourier techniques. After presenting the general calibration procedure, both the multivariate Heston and the PCSV models are calibrated to a time series of option data on three exchange rates—USD-SEK, EUR-SEK, and EUR-USD—spanning more than 11 years. Finally, the benefits of the PCSV model which we find to be superior to the multivariate extension of the Heston model in replicating the dynamics of these options are highlighted.  相似文献

We show that even if options traded with Black–Scholes–Merton pricing under a known and constant volatility, meaning essentially in perfect markets, one would still obtain smiles, skews, and smirks. We detect this problem by pricing options with a known volatility and reverse engineering to back into the implied volatility from the model price that was derived from the assumed volatility. The returned volatilities follow distinctive patterns resulting from algorithmic choices of the user and the quotation unit of the option. In particular, the common practice of penny pricing on option exchanges results in a significant loss of accuracy in implied volatility. For the most common scenarios faced in practice, the problem primarily exists in short-term options, but it manifests for virtually all cases of moneyness of at least 10 % and often 5 %. While it is theoretically possible to almost eliminate the problem, practical limitations in trading prevent any realistic chance of avoiding this error. It is even more difficult to identify and control the problem when smiles also arise from market imperfections, as is widely accepted. We empirically estimate a very conservative lower bound of the effect at about 16 % of the observed smile for 30-day options. Thus, we document a previously unknown phenomenon that a portion of the volatility smile is not of an economic nature. We provide some best-practice recommendations, including the explicit specification of the algorithmic choices and a warning against using off-the-shelf routines.  相似文献

Turbo warrants have experienced huge growth since they first appeared in late 2001. In some European countries, buying and selling turbo warrants constitutes 50% of all derivative trading nowadays. In Asia, the Hong Kong Exchange and Clearing Limited (HKEx) introduced the callable bull/bear contracts, which are essentially turbo warrants, to the market in 2006. Turbo warrants are special types of barrier options in which the rebate is calculated as another exotic option. It is commonly believed that turbo warrants are less sensitive to the change in volatility of the underlying asset. Eriksson (2005 Eriksson, J. 2005. Explicit pricing formulas forturbo warrants. Uppsala Dissertation in Mathematics, 45 [Google Scholar]) has considered the pricing of turbo warrants under the Black–Scholes model. However, the pricing and characteristics of turbo warrants under stochastic volatility are not known. This paper investigates the valuation of turbo warrants considered by Eriksson (2005 Eriksson, J. 2005. Explicit pricing formulas forturbo warrants. Uppsala Dissertation in Mathematics, 45 [Google Scholar]), but extends the analysis to the CEV, the fast mean-reverting stochastic volatility and the two time-scale volatility models. We obtain analytical solutions for turbo warrants under the aforementioned models. This enables us to examine the sensitivity of turbo warrants to the implied volatility surface.  相似文献

The number of factors driving the uncertain dynamics of commodity prices has been a central consideration in financial literature. While the majority of empirical studies relies on the assumption that up to three factors are sufficient to explain all relevant uncertainty inherent in commodity spot, futures, and option prices, evidence from Trolle and Schwartz (Rev Financ Stud 22(11):4423–4461, 2009b) and Hughen (J Futures Mark 30(2):101–133, 2010) indicates a need for additional risk factors. In this article, we propose a four-factor maximal affine stochastic volatility model that allows for three independent sources of risk in the futures term structure and an additional, potentially unspanned stochastic volatility process. The model principally integrates the insights from Hughen (2010) and Tang (Quant Finance 12(5):781–790, 2012) and nests many well-known models in the literature. It can account for several stylized facts associated with commodity dynamics such as mean reversion to a stochastic level, stochastic volatility in the convenience yield, a time-varying correlation structure, and time-varying risk-premia. In-sample and out-of-sample tests indicate a superior model fit to futures and options data as well as lower hedging errors compared to three-factor benchmark models. The results also indicate that three factors are not sufficient to model the joint dynamics of futures and option prices accurately.  相似文献

This paper examines the relationship between the volatility implied in option prices and the subsequently realized volatility by using the S&P/ASX 200 index options (XJO) traded on the Australian Stock Exchange (ASX) during a period of 5 years. Unlike stock index options such as the S&P 100 index options in the US market, the S&P/ASX 200 index options are traded infrequently and in low volumes, and have a long maturity cycle. Thus an errors-in-variables problem for measurement of implied volatility is more likely to exist. After accounting for this problem by instrumental variable method, it is found that both call and put implied volatilities are superior to historical volatility in forecasting future realized volatility. Moreover, implied call volatility is nearly an unbiased forecast of future volatility.

We address a problem of stochastic optimal control drawn from the area of mathematical finance. The goal is to minimize the expected value of a general quadratic loss function of the wealth at close of trade when there is a specified convex constraint on the portfolio over the trading interval, together with a specified almost-sure lower-bound on the wealth at close of trade. We use a variational approach of Rockafellar which leads naturally to an appropriate vector space of dual variables, a dual functional on the space of dual variables such that the dual problem of maximizing the dual functional is guaranteed to have a solution (i.e. a Lagrange multiplier) when a simple and natural Slater condition holds for the terminal wealth constraint, and obtain necessary and sufficient conditions for optimality of a candidate wealth process. The dual variables are pairs, each comprising an Itô process paired with a member of the adjoint of the space of essentially bounded random variables measurable with respect to the event \(\sigma \)-algebra at close of trade. The necessary and sufficient conditions are used to construct an optimal portfolio in terms of the Lagrange multiplier. The dual problem simplifies to maximization of a concave function over the real line when the portfolio is unconstrained but the terminal wealth constraint is maintained.  相似文献

Abstract

In this paper, we generalize the recently developed dimension reduction technique of Vecer for pricing arithmetic average Asian options. The assumption of constant volatility in Vecer's method will be relaxed to the case that volatility is randomly fluctuating and is driven by a mean-reverting (or ergodic) process. We then use the fast mean-reverting stochastic volatility asymptotic analysis introduced by Fouque, Papanicolaou and Sircar to derive an approximation to the option price which takes into account the skew of the implied volatility surface. This approximation is obtained by solving a pair of one-dimensional partial differential equations.  相似文献

This paper investigates the role of stochastic volatility and return jumps in reproducing the volatility dynamics and the shape characteristics of the Korean Composite Stock Price Index (KOSPI) 200 returns distribution. Using efficient method of moments and reprojection analysis, we find that stochastic volatility models, both with and without return jumps, capture return dynamics surprisingly well. The stochastic volatility model without return jumps, however, cannot fully reproduce the conditional kurtosis implied by the data. Return jumps successfully complement this gap. We also find that return jumps are essential in capturing the volatility smirk effects observed in short-term options.

This study investigates the determinants of the expected stock-price volatility assumption that firms use in estimating ESO values and thus option expense. We find that, consistent with the guidance of FAS 123, firms use both historical and implied volatility in deriving the expected volatility parameter. We also find, however, that the importance of each of the two variables in explaining disclosed volatility relates inversely to their values, which results in a reduction in expected volatility and thus option value. This can be interpreted as managers opportunistically use the discretion in estimating expected volatility afforded by FAS 123. Consistent with this, we find that managerial incentives or ability to understate option value play a key role in this behavior. Since discretion in estimating expected volatility is common to both FAS 123 and 123(R), our analysis has important implications for market participants as well as regulators.

We hypothesize and test an inverse relation between liquidity and price volatility derived from microstructure theory. Two important facets of liquidity trading are examined: volume and noisiness. As represented by the expected turnover rate (volume) and realized average commission cost per share (noisiness) of NYSE equity trading, both facets are found negatively associated with the ex post and ex ante return volatilities of the NYSE stock portfolios and the NYSE composite index futures. Furthermore, the inverse association between noisiness and volatility is amplified in times of market crisis. The negative noisiness–volatility relation is also supported by our analysis on the effects of trade size on price volatility. The overall results demonstrate that volatility increases as noise trading declines.  相似文献

This paper studies additive subordination, which we show is a useful technique for constructing time-inhomogeneous Markov processes with analytical tractability. This technique is a natural generalization of Bochner’s subordination that has proved to be extremely useful in financial modeling. Probabilistically, Bochner’s subordination corresponds to a stochastic time change with respect to an independent Lévy subordinator, while in additive subordination, the Lévy subordinator is replaced by an additive one. We generalize the classical Phillips theorem for Bochner’s subordination to the additive subordination case, based on which we provide Markov and semimartingale characterizations for a rich class of jump-diffusions and pure jump processes obtained from diffusions through additive subordination, and obtain spectral decomposition for them. To illustrate the usefulness of additive subordination, we develop an analytically tractable cross-commodity model for spread option valuation that is able to calibrate the implied volatility surface of each commodity. Moreover, our model can generate implied correlation patterns that are consistent with market observations and economic intuitions.  相似文献

A ranking of risk preferences is of economic interest insofar as it leads to unambiguous comparative statics predictions, and for this to be the case, the ranking must be a strict partial ordering. The ranking by greater risk aversion meets this demand at the second order, and yields a variety of well-known predictions concerning the effect of greater risk aversion on demands for insurance and risky assets, among many other applications. There has been less success at the third order, where ranking preferences by aversion to downside risk has not produced a strict partial ordering. The problem is that account has not been taken of the fact that an increase in downside risk aversion must induce changes in risk aversion as well. We propose a definition of stronger downside risk aversion that does yield a strict partial ordering by requiring a nested increase in both second- and third-order risk aversion, so that v is more strongly downside risk averse than u if v is more risk averse and more downside risk averse than u. We demonstrate that v being more strongly downside risk averse than u is characterized by v never liking any change in the probability distribution for y that induces a third-order stochastic dominance deterioration in the distribution for u(y). We apply the definition to obtain intuitive comparative statics predictions in the precautionary saving problem, and relate the definition to alternatives proposed in the literature.  相似文献

We consider a nonstandard ruin problem where: (i) the increments of the process are heavy-tailed and Markov-dependent, modulated by a general Harris recurrent Markov chain; (ii) ruin occurs when a positive boundary is attained within a sufficiently small time. Our main result provides sharp asymptotics for the small-time probability of ruin, viz., P(sup? nδ u S n u), where {S n } denotes the discrete partial sums of the process and δ∈(0,1/μ), where μ is the mean drift. We apply our results to obtain risk estimates which quantify, e.g., repetitive operational risk losses or the extremal behavior for a GARCH(1,1) process.  相似文献

This study seeks to investigate differences exhibited by bank customers and members of financial cooperatives respecting website characteristics (website design, convenience, information quality, ease of use and security/confidentiality) and their impact on online relationship quality (composed of trust, commitment and satisfaction). An online survey was conducted with 476 banking sector customers (banks and financial cooperatives), followed by a confirmatory factors analysis and multigroup analysis using EQS 6.2 software. Results evidence a significant difference in terms of website design and security/confidentiality. The impact of these variables on relationship quality proves significantly higher in the case of banks. This study submits that web strategies used by banks and financial cooperatives to develop online relationship quality may vary based on the type of organization.  相似文献

Using the Gärtner–Ellis theorem from large deviations theory, we characterise the leading-order behaviour of call option prices under the Heston model, in a new regime where the maturity is large and the log-moneyness is also proportional to the maturity. Using this result, we then derive the implied volatility in the large-time limit in the new regime, and we find that the large-time smile mimics the large-time smile for the Barndorff–Nielsen normal inverse Gaussian model. This makes precise the sense in which the Heston model tends to an exponential Lévy process for large times. We find that the implied volatility smile does not flatten out as the maturity increases, but rather it spreads out, and the large-time, large-moneyness regime is needed to capture this effect. As a special case, we provide a rigorous proof of the well-known result by Lewis (Option Valuation Under Stochastic Volatility, Finance Press, Newport Beach, 2000) for the implied volatility in the usual large-time, fixed-strike regime, at leading order. We find that there are two critical strike values where there is a qualitative change of behaviour for the call option price, and we use a limiting argument to compute the asymptotic implied volatility in these two cases.  相似文献

This paper investigates alternative models of learning to explain changes in uncertainty surrounding earnings innovations. As a proxy for investor uncertainty, we use model-free implied volatilities; as a proxy for earnings innovations, representing signals of firm performance likely to drive investor perceptions of uncertainty, we use quarterly unexpected earnings benchmarked to the consensus forecast. We document that uncertainty declines on average after the release of quarterly earnings announcements and this decline is attenuated by the magnitude of the earnings innovation. This latter result is consistent with models that incorporate signal magnitude as a factor driving changes in uncertainty. Most important, we document that signals deviating sufficiently from expectations lead to net increases in uncertainty. Critically, this result suggests that models allowing for posterior variance to be greater than prior variance even after signal revelation [e.g., regime shifts in Pastor and Veronesi (Annu Rev Financ Econ 1:361–381, 2009)] better describe how investors incorporate new information.  相似文献

In this paper we discuss a new approach to extend a class of solvable stochastic volatility models (SVM). Usually, classical SVM adopt a CEV process for instantaneous variance where the CEV parameter γ takes just few values: 0—the Ornstein–Uhlenbeck process, 1/2—the Heston (or square root) process, 1—GARCH, and 3/2—the 3/2 model. Some other models, e.g. with γ = 2 were discovered in Henry-Labordére (Analysis, geometry, and modeling in finance: advanced methods in option pricing. Chapman & Hall/CRC Financial Mathematics Series, London, 2009) by making connection between stochastic volatility and solvable diffusion processes in quantum mechanics. In particular, he used to build a bridge between solvable superpotentials (the Natanzon superpotentials, which allow reduction of a Schrödinger equation to a Gauss confluent hypergeometric equation) and existing SVM. Here we propose some new models with ${\gamma \in \mathbb{R}}$ and demonstrate that using Lie’s symmetries they could be priced in closed form in terms of hypergeometric functions. Thus obtained new models could be useful for pricing volatility derivatives (variance and volatility swaps, moment swaps).  相似文献

This study conducts a comparison analysis on the efficiency of bookbuilding and secondary market proportional offering (hereafter, SMP offering) in the China stock market. SMP offering as described in this paper is not a follow-on offering, but an initial offering applicable to investors in the secondary market. Specifically, as a unique type of fixed price offering, SMP offering only allows the existing investors who are holding shares (of any listed firms) in the secondary market to subscribe to IPO shares. The amount of IPO shares available to be subscribed by the existing investors is proportional to market value of shares held by them in the secondary market. We find some interesting evidence showing that, compared with bookbuilding, SMP offering is more efficient for pricing IPOs, particularly, in a volatile market. SMP offering leads to lower underpricing and lower cross-sectional variation of short-run returns of IPOs. Also, SMP offering is better able to counteract adverse market conditions in the form of low market return and/or high market volatility. Our results are robust to various alternative tests, e.g., the Heckman (Econometrica 47:153–161, 1979) two-stage procedure and an out-of-sample test, after controlling for the problem of endogeneity and for the influence of the exchange of listing, respectively.  相似文献

How to construct effective investment strategies is a core issue for modern finance. In this paper, we investigate the benefits of various models by rebalancing portfolios using the daily stock return data in Taiwan. We further consider investment constraints in portfolios to ensure the feasibility of their applications. Using five performance criteria, we find the risk models, particularly the CVaR, yield higher ex ante and ex post performance than a naïve buy-and-hold portfolio. The two-stage regressions show that high return benefits are associated with a bear market while high reduction in risk is positively related to high volatility. Though VaR is regarded as a standard model applied in the real world, our findings suggest that CVaR can serve as a good alternative.  相似文献

In this paper we propose a general derivative pricing framework that employs decoupled time-changed (DTC) Lévy processes to model the underlying assets of contingent claims. A DTC Lévy process is a generalized time-changed Lévy process whose continuous and pure jump parts are allowed to follow separate random time scalings; we devise the martingale structure for a DTC Lévy-driven asset and revisit many popular models which fall under this framework. Postulating different time changes for the underlying Lévy decomposition allows the introduction of asset price models consistent with the assumption of a correlated pair of continuous and jump market activity rates; we study one illustrative DTC model of this kind based on the so-called Wishart process. The theory we develop is applied to the problem of pricing not only claims that depend on the price or the volatility of an underlying asset, but also more sophisticated derivatives whose payoffs rely on the joint performance of these two financial variables, such as the target volatility option. We solve the pricing problem through a Fourier-inversion method. Numerical analyses validating our techniques are provided. In particular, we present some evidence that correlating the activity rates could be beneficial for modeling the volatility skew dynamics.  相似文献
