To value mortgage-backed securities and options on fixed-income securities, it is necessary to make assumptions regarding the term structure of interest rates. We assume that the multi-factor fixed parameter term structure model accurately represents the actual term structure of interest rates, and that the values of mortgage-backed securities and discount bond options derived from such a term structure model are correct. Differences in the prices of interest rate derivative securities based on single-factor term structure models are therefore due to pricing bias resulting from the term structure model. The price biases that result from the use of single-factor models are compared and attributed to differences in the underlying models and implications for the selection of alternative term structure models are considered.  相似文献

We present a derivative pricing and estimation methodology for a class of stochastic volatility models that exploits the observed 'bursty' or persistent nature of stock price volatility. Empirical analysis of high-frequency S&P 500 index data confirms that volatility reverts slowly to its mean in comparison to the tick-by- tick fluctuations of the index value, but it is fast mean- reverting when looked at over the time scale of a derivative contract (many months). This motivates an asymptotic analysis of the partial differential equation satisfied by derivative prices, utilizing the distinction between these time scales. The analysis yields pricing and implied volatility formulas, and the latter provides a simple procedure to 'fit the skew' from European index option prices. The theory identifies the important group parameters that are needed for the derivative pricing and hedging problem for European-style securities, namely the average volatility and the slope and intercept of the implied volatility line, plotted as a function of the log- moneyness-to-maturity-ratio. The results considerably simplify the estimation procedure. The remaining parameters, including the growth rate of the underlying, the correlation between asset price and volatility shocks, the rate of mean-reversion of the volatility and the market price of volatility risk are not needed for the asymptotic pricing formulas for European derivatives, and we derive the formula for a knock-out barrier option as an example. We consider a regime-switching HJB approach to evaluate risk measures for derivative securities when the price process of the underlying risky asset is governed by the exponential of a pure jump process with drift and a Markov switching compensator. The pure jump process is flexible enough to incorporate both the infinite, (small), jump activity and the finite, (large), jump activity. The drift and the compensator of the pure jump process switch over time according to the state of a continuous-time hidden Markov chain representing the state of an economy. The market described by our model is incomplete. Hence, there is more than one pricing kernel and there is no perfect hedging strategy for a derivative security. We derive the regime-switching HJB equations for coherent risk measures for the unhedged position of derivative securities, including standard European options and barrier options. For measuring risk inherent in the unhedged option position, we first need to mark the position into the market by valuing the option. We employ a well-known tool in actuarial science, namely, the Esscher transform to select a pricing kernel for valuation of an option and to generate a family of real-world probabilities for risk measurement. We also derive the regime-switching HJB-variational inequalities for coherent risk measures for American-style options.  相似文献

A one-factor asset pricing model with an Ornstein–Uhlenbeck process as its state variable is studied under partial information: the mean-reverting level and the mean-reverting speed parameters are modeled as hidden/unobservable stochastic variables. No-arbitrage pricing formulas for derivative securities written on a liquid asset and exponential utility indifference pricing formulas for derivative securities written on an illiquid asset are presented. Moreover, a conditionally linear filtering result is introduced to compute the pricing/hedging formulas and the Bayesian estimators of the hidden variables.  相似文献

The price of a derivative security equals the discounted expected payoff of the security under a suitable measure, and Greeks are price sensitivities with respect to parameters of interest. When closed-form formulas do not exist, Monte Carlo simulation has proved very useful for computing the prices and Greeks of derivative securities. Although finite difference with resimulation is the standard method for estimating Greeks, it is in general biased and suffers from erratic behavior when the payoff function is discontinuous. Direct methods, such as the pathwise method and the likelihood ratio method, are proposed to differentiate the price formulas directly and hence produce unbiased Greeks (Broadie and Glasserman, Manag. Sci. 42:269–285, 1996). The pathwise method differentiates the payoff function, whereas the likelihood ratio method differentiates the densities. When both methods apply, the pathwise method generally enjoys lower variances, but it requires the payoff function to be Lipschitz-continuous. Similarly to the pathwise method, our method differentiates the payoff function but lifts the Lipschitz-continuity requirements on the payoff function. We build a new but simple mathematical formulation so that formulas of Greeks for a broad class of derivative securities can be derived systematically. We then present an importance sampling method to estimate the Greeks. These formulas are the first in the literature. Numerical experiments show that our method gives unbiased Greeks for several popular multi-asset options (also called rainbow options) and a path-dependent option.  相似文献

The role of ordinary options in facilitating the completionof securities markets is examined in the context of a modelof contigent claims sufficiently general to accommodate thecontinuous distributions of asset pricing theory and optionpricing theory. In this context, it is shown that call optionswritten on a single security approximately span all contingentclaims written on this security and that call options writtenon portfolios of call options on individual primitive securitiesapproximately span all contingent claims that can be writtenon these primitive securities. In the case of simple options,explicit formulas are given for the approximating options andportfolios of options. These results are applied to the pricingof contingent claims by arbitrage and to irrelevance propositionsin corporate finance.  相似文献

In this paper we examine the structure of American option valuation problems and derive the analytic valuation formulas under general underlying security price processes by an alternative but intuitive method. For alternative diffusion processes, we derive closed-form analytic valuation formulas and analyze the implications of asset price dynamics on the early exercise premiums of American options. In this regard, we introduce useful and interesting diffusion processes into American option-pricing literature, thus providing a wide range of choices of pricing models for various American-type derivative assets. This work offers a useful analytic framework for empirical testing and practical applications such as the valuation of corporate securities and examining the impact of options trading on market micro-structure.  相似文献

We consider the pricing of FX, inflation and stock options under stochastic interest rates and stochastic volatility, for which we use a generic multi-currency framework. We allow for a general correlation structure between the drivers of the volatility, the inflation index, the domestic (nominal) and the foreign (real) rates. Having the flexibility to correlate the underlying FX/inflation/stock index with both stochastic volatility and stochastic interest rates yields a realistic model that is of practical importance for the pricing and hedging of options with a long-term exposure. We derive explicit valuation formulas for various securities, such as vanilla call/put options, forward starting options, inflation-indexed swaps and inflation caps/floors. These vanilla derivatives can be valued in closed form under Schöbel and Zhu [Eur. Finance Rev., 1999, 4, 23–46] stochastic volatility, whereas we devise an (Monte Carlo) approximation in the form of a very effective control variate for the general Heston [Rev. Financial Stud., 1993, 6, 327–343] model. Finally, we investigate the quality of this approximation numerically and consider a calibration example to FX and inflation market data.  相似文献

We assess nonparametric kernel-density regression as a technique for estimating mortgage loan prepayments—one of the key components in pricing highly volatile mortgage-backed securities and their derivatives. The highly nonlinear and so-called irrational behavior of the prepayment function lends itself well to an estimator that is free of both functional and distributional assumptions. The technique is shown to exhibit superior out-of-sample predictive ability compared to both proportional-hazards and proprietary-practitioner models. Moreover, the best kernel model provides this improved predictive power utilizing a more parsimonious specification in terms of both data and covariates. We conclude that the technique may prove useful in other financial modeling applications, such as default modeling, and other derivative pricing problems where highly nonlinear relationships and optionality exist.  相似文献

Abstract

Standard Monte Carlo methods can often be significantly improved with the addition of appropriate variance reduction techniques. In this paper a new and powerful variance reduction technique is presented. The method is based directly on the Itô calculus and is used to find unbiased variance-reduced estimators for the expectation of functionals of Itô diffusion processes. The approach considered has wide applicability: for instance, it can be used as a means of approximating solutions of parabolic partial differential equations or applied to valuation problems that arise in mathematical finance. We illustrate how the method can be applied by considering the pricing of European-style derivative securities for a class of stochastic volatility models, including the Heston model.  相似文献

A novel methodology for the analysis of derivatives pricing in incomplete markets is tested empirically. The methodology generates hedge ratios and derivatives prices. They are estimated from the correlation structure between the local co-movements of securities prices. First, the hedge ratios from a parsimonious complete-market model are estimated by fitting locally the changes in the derivatives and the underlying securities prices. Second, derivatives prices are obtained from the locally estimated hedge ratios. The methodology, referred to as local parametric estimation, is tested on a dataset of DAX index options and futures transactions from the computerized German Futures Exchange.  相似文献

Microstructure noise in security prices biases the results of empirical asset pricing specifications, particularly when security-level explanatory variables are cross-sectionally correlated with the amount of noise. We focus on tests of whether measures of illiquidity, which are likely to be correlated with the noise, are priced in the cross-section of stock returns, and show a significant upward bias in estimated return premiums for an array of illiquidity measures in Center for Research in Security Prices (CRSP) monthly return data. The upward bias is larger when illiquid securities are included in the sample, but persists even for NYSE/Amex stocks after decimalization. We introduce a methodological correction to eliminate the biases that simply involves weighted least squares (WLS) rather than ordinary least squares (OLS) estimation, and find evidence of smaller, but still significant, return premiums for illiquidity after implementing the correction.  相似文献

The volatility smile changed drastically around the crash of1987, and new option pricing models have been proposed to accommodatethat change. Deterministic volatility models allow for moreflexible volatility surfaces but refrain from introducing additionalrisk factors. Thus, options are still redundant securities.Alternatively, stochastic models introduce additional risk factors,and options are then needed for spanning of the pricing kernel.We develop a statistical test based on this difference in spanning.Using daily S&P 500 index options data from 1986-1995, ourtests suggest that both in- and out-of-the-money options areneeded for spanning. The findings are inconsistent with deterministicvolatility models but are consistent with stochastic modelsthat incorporate additional priced risk factors, such as stochasticvolatility, interest rates, or jumps.  相似文献

We propose a nonparametric method for estimating the pricing formula of a derivative asset using learning networks. Although not a substitute for the more traditional arbitrage-based pricing formulas, network-pricing formulas may be more accurate and computationally more efficient alternatives when the underlying asset's price dynamics are unknown, or when the pricing equation associated with the no-arbitrage condition cannot be solved analytically. To assess the potential value of network pricing formulas, we simulate Black-Scholes option prices and show that learning networks can recover the Black-Scholes formula from a two-year training set of daily options prices, and that the resulting network formula can be used successfully to both price and delta-hedge options out-of-sample. For comparison, we estimate models using four popular methods: ordinary least squares, radial basis function networks, multilayer perceptron networks, and projection pursuit. To illustrate the practical relevance of our network pricing approach, we apply it to the pricing and delta-hedging of S&P 500 futures options from 1987 to 1991.  相似文献

We extend the benchmark nonlinear deterministic volatility regression functions of Dumas et al. (1998) to provide a semi-parametric method where an enhancement of the implied parameter values is used in the parametric option pricing models. Besides volatility, skewness and kurtosis of the asset return distribution can also be enhanced. Empirical results, using closing prices of the S&P 500 index call options (in one day ahead out-of-sample pricing tests), strongly support our method that compares favorably with a model that admits stochastic volatility and random jumps. Moreover, it is found to be superior in various robustness tests. Our semi-parametric approach is an effective remedy to the curse of dimensionality presented in nonparametric estimation and its main advantage is that it delivers theoretically consistent option prices and hedging parameters. The economic significance of the approach is tested in terms of hedging, where the evaluation and estimation loss functions are aligned.  相似文献

Mortgages, like all debt securities, can be viewed as risk-free assets plus or minus contingent claims that can be usefully viewed as options. The most important options are: prepayment, which is a call option giving the borrower the right to buy back the mortgage at par; and default, which is a put option giving the borrower the right to sell the house in exchange for the mortgage. This article reviews and interprets the large and growing body of literature that applies recent results of option pricing models to mortgages. This paper documents the systematic overpricing of warrants relative to options. Models are developed in order to explain the cross-sectional variation in the relative pricing of these securities. Results indicate that relative pricing differences (RELDIFF) are related to various proxies of liquidity including days-to-maturity, relative trading volume and the mandated presence of market makers in the options market. The identity of warrant-issuers is also found to be significant in explaining relative pricing, possibly reflecting disparate levels of credit risk or it may be a manifestation of the different characteristics relating to the underlying shares upon which the warrants are issued. The paper also documents the impact that the change from floor trading to electronic trading had on the price formation process in the Australian Options Market.  相似文献

In this paper, we show how we can deploy machine learning techniques in the context of traditional quant problems. We illustrate that for many classical problems, we can arrive at speed-ups of several orders of magnitude by deploying machine learning techniques based on Gaussian process regression. The price we have to pay for this extra speed is some loss of accuracy. However, we show that this reduced accuracy is often well within reasonable limits and hence very acceptable from a practical point of view. The concrete examples concern fitting and estimation. In the fitting context, we fit sophisticated Greek profiles and summarize implied volatility surfaces. In the estimation context, we reduce computation times for the calculation of vanilla option values under advanced models, the pricing of American options and the pricing of exotic options under models beyond the Black–Scholes setting.  相似文献
