This paper compares the performance of artificial neural networks (ANNs) with that of the modified Black model in both pricing and hedging short sterling options. Using high‐frequency data, standard and hybrid ANNs are trained to generate option prices. The hybrid ANN is significantly superior to both the modified Black model and the standard ANN in pricing call and put options. Hedge ratios for hedging short sterling options positions using short sterling futures are produced using the standard and hybrid ANN pricing models, the modified Black model, and also standard and hybrid ANNs trained directly on the hedge ratios. The performance of hedge ratios from ANNs directly trained on actual hedge ratios is significantly superior to those based on a pricing model, and to the modified Black model. Model risk causes significant losses in financial derivative pricing and hedging. Investors may undertake relatively risky investments due to insufficient hedging or overpaying implied by flawed models. The GARCH model with normal innovations (GARCH-normal) has been adopted to depict the dynamics of the returns in many applications. The implied GARCH-normal model is the one minimizing the mean square error between the market option values and the GARCH-normal option prices. In this study, we investigate the model risk of the implied GARCH-normal model fitted to conditional leptokurtic returns, an important feature of financial data. The risk-neutral GARCH model with conditional leptokurtic innovations is derived by the extended Girsanov principle. The option prices and hedging positions of the conditional leptokurtic GARCH models are obtained by extending the dynamic semiparametric approach of Huang and Guo [Statist. Sin., 2009, 19, 1037–1054]. In the simulation study we find significant model risk of the implied GARCH-normal model in pricing and hedging barrier and lookback options when the underlying dynamics follow a GARCH-t model.  相似文献

Substantial progress has been made in developing more realistic option pricing models. Empirically, however, it is not known whether and by how much each generalization improves option pricing and hedging. We fill this gap by first deriving an option model that allows volatility, interest rates and jumps to be stochastic. Using S&P 500 options, we examine several alternative models from three perspectives: (1) internal consistency of implied parameters/volatility with relevant time-series data, (2) out-of-sample pricing, and (3) hedging. Overall, incorporating stochastic volatility and jumps is important for pricing and internal consistency. But for hedging, modeling stochastic volatility alone yields the best performance.  相似文献

This work addresses the problem of optimal pricing and hedging of a European option on an illiquid asset Z using two proxies: a liquid asset S and a liquid European option on another liquid asset Y. We assume that the S-hedge is dynamic while the Y-hedge is static. Using the indifference pricing approach, we derive a Hamilton–Jacobi–Bellman equation for the value function. We solve this equation analytically (in quadrature) using an asymptotic expansion around the limit of perfect correlation between assets Y and Z. While in this paper we apply our framework to an incomplete market version of Merton’s credit-equity model, the same approach can be used for other asset classes (equity, commodity, FX, etc.), e.g. for pricing and hedging options with illiquid strikes or illiquid exotic options.  相似文献

This paper develops a discrete time version of the continuous time model of Bouchard et al. [J. Control Optim., 2009, 48, 3123–3150], for the problem of finding the minimal initial data for a controlled process to guarantee reaching a controlled target with probability one. An efficient numerical algorithm, based on dynamic programming, is proposed for the quantile hedging of standard call and put options, exotic options and quantile hedging with portfolio constraints. The method is then extended to solve utility indifference pricing, good-deal bounds and expected shortfall problems.  相似文献

In this paper, we test the three-parameter symmetric variance gamma (SVG) option pricing model and the four-parameter asymmetric variance gamma (AVG) option pricing model empirically. Prices of the Hang Seng Index call options, which are of European style, are used as the data for the empirical test. Since the variance gamma option pricing model is developed for the pricing of European options, the empirical test gives a more conclusive answer than previous papers, which used American option data to the applicability of the VG models. The present study uses a large number of intraday option data, which span over a period of 3 years. Synchronous option and futures data are used throughout the study. Pairwise comparisons between the accuracy of model prices are carried out using both parametric and nonparametric methods.The conclusion is that the VG option pricing model performs marginally better than the Black–Scholes (BS) model. Under the historical approach, the VG models can moderately iron out some of the systematic biases inherent in the BS model. However, under the implied approach, the VG models continue to exhibit predictable biases and its overall performance in pricing and hedging is still far less than desirable.  相似文献

This article investigates the extent to which options on theAustralian Stock Price Index can be explained by parametricand nonparametric option pricing techniques. In particular,comparisons are made of out-of-sample option pricing performanceand hedging performance. The dataset differs from many of thoseused previously in the empirical options pricing literaturein that it consists of American options. In addition, a broaderspectrum of techniques are considered: a spline-based nonparametrictechnique is considered in addition to the standard kernel techniques,while the performance of a Heston stochastic volatility modelis also considered. Although some evidence is found of superiorperformance by nonparametric techniques for in-sample pricing,the parametric methods exhibit a markedly better ability toexplain future prices and show superior hedging performance.  相似文献

This paper investigates the pricing of Nikkei 225 Options using the Markov Switching GARCH (MSGARCH) model, and examines its practical usefulness in option markets. We assume that investors are risk-neutral and then compute option prices by using Monte Carlo simulation. The results reveal that, for call options, the MSGARCH model with Student’s t-distribution gives more accurate pricing results than GARCH models and the Black–Scholes model. However, this model does not have good performance for put options.  相似文献

We examine the economic benefits of using realized volatility to forecast future implied volatility for pricing, trading, and hedging in the S&P 500 index options market. We propose an encompassing regression approach to forecast future implied volatility, and hence future option prices, by combining historical realized volatility and current implied volatility. Although the use of realized volatility results in superior performance in the encompassing regressions and out-of-sample option pricing tests, we do not find any significant economic gains in option trading and hedging strategies in the presence of transaction costs.  相似文献

This paper develops two novel methodologies for pricing and hedging European-style barrier option contracts under the jump to default extended constant elasticity of variance (JDCEV) model, namely: a stopping time approach based on the first passage time densities of the underlying asset price process through the barrier levels; and a static hedging portfolio approach in which the barrier option is replicated by a portfolio of plain-vanilla and binary options. In doing so, both valuation methodologies are extended to a more general set-up accommodating endogenous bankruptcy, time-dependent barriers and the commonly observed stylized facts of a positive link between default and equity volatility and of a negative link between volatility and stock price. The two proposed numerical methods are shown to be accurate, easy to implement and efficient under both the JDCEV model and the nested constant elasticity of variance model.  相似文献

The critical role of interest rate risk and associated regime-switching risk in pricing and hedging options is examined using a closed-form valuation model. Equity call options are valued under the proposed 2-dimensional Markov-modulated model in which asset prices and interest rates exhibit Markov regime-switching features. In addition, the relationship between cyclical structures and option prices are analyzed using a time-varying transition probability matrix. The proposed model can enhance the forecast transition probabilities in an out-sample period. The cycle-stylized effect of an economy exhibits different impacts on option prices and hedging strategies in a short- and a long-cycle economy. Our closed-form formula based on more realistic specifications with respect to business-cyclical structures in various financial markets is more appropriate for pricing and hedging options.  相似文献

We discuss the pricing and risk management problems of standard European-style options in a Markovian regime-switching binomial model. Due to the presence of an additional source of uncertainty described by a Markov chain, the market is incomplete, so the no-arbitrage condition is not sufficient to fix a unique pricing kernel, hence, a unique option price. Using the minimal entropy martingale measure, we determine a pricing kernel. We examine numerically the performance of a simple hedging strategy by investigating the terminal distribution of hedging errors and the associated risk measures such as Value at Risk and Expected Shortfall. The impacts of the frequency of re-balancing the hedging portfolio and the transition probabilities of the modulating Markov chain on the quality of hedging are also discussed.  相似文献

We examine the pricing and hedging performance of interest rate option pricing models using daily data on US dollar cap and floor prices across both strike rates and maturities. Our results show that fitting the skew of the underlying interest rate probability distribution provides accurate pricing results within a one-factor framework. However, for hedging performance, introducing a second stochastic factor is more important than fitting the skew of the underlying distribution. This constitutes evidence against claims in the literature that correctly specified and calibrated one-factor models could replace multi-factor models for consistent pricing and hedging of interest rate contingent claims.  相似文献

This paper finds that standard asset pricing models fail to explain the significantly negative delta hedging errors that occur as a result of the purchase of options on foreign exchange futures. Foreign exchange volatility does influence stock returns, however. The volatility of the JPY/USD exchange rate predicts the time series of stock returns and is priced in the cross‐section of stock returns.  相似文献

Exchange options are one of the most popular exotic options, and have important implications for many common financial arrangements and for implied beta as a measure of systematic risk. In this study, we extend the existing literature on exchange options to allow for clustered jump contagion dynamics in each single asset, as well as across assets, using the Hawkes jump-diffusion model. We derive the analytical pricing formulae, the Greeks, and the optimal hedging strategy via Fourier transforms. Using an illustrative numerical analysis, we present the relationship between the exchange option price and clustered jump intensities and jump sizes in the underlying assets. We discuss the managerial insights on financial arrangements with exchange option characteristics. Furthermore, we discuss the implications of incorporating clustered jumps into the estimation of implied beta with exchange options, in which the applications can be insightful and useful in finance practice.  相似文献

Using a data set of vanilla options on the major indexes we investigate the calibration properties of several multi-factor stochastic volatility models by adopting the fast Fourier transform as the pricing methodology. We study the impact of the penalizing function on the calibration performance and how it affects the calibrated parameters. We consider single-asset as well as multiple-asset models, with particular emphasis on the single-asset Wishart Multidimensional Stochastic Volatility model and the Wishart Affine Stochastic Correlation model, which provides a natural framework for pricing basket options while keeping the stylized smile–skew effects on single-name vanillas. For all models we give some option price approximations that are very useful for speeding up the pricing process. In addition, these approximations allow us to compare different models by conveniently aggregating the parameters, and they highlight the ability of the Wishart-based models to control separately the smile and the skew effects. This is extremely important from a risk-management perspective of a book of derivatives that includes exotic as well as basket options.  相似文献

Industrial companies typically face a multitude of risks that could cause significant fluctuations in their cash flow. This is a case study of the hedging strategy adopted by an international air carrier to manage its jet‐fuel price exposure. The airline's hedging approach uses “strips” of monthly collars constructed with Asian options whose payoffs are based on average of “within‐prompt‐month” oil prices. Using the carrier's own implicit objective function based on an annual granularity, the authors show how the air carrier could fine‐tune its current hedge portfolio by adding tailored exotic options. The article describes annual average‐price options, provides an explicit valuation of them, and considers how such instruments may affect corporate liquidity. Consistent with its annual objective function, the airline made this exotic derivative the central tool to hedge across all potential realized values of annual jet‐fuel spot prices. The authors believe this modified portfolio is better suited to address the firm's hedging cost and its overall exposure to jet‐fuel price fluctuations.  相似文献

Modifying the distributional assumptions of the Black‐Scholes model is one way to accommodate the skewness of underlying asset returns. Simple models based on the compensated gamma and Weibull distributions of asset prices are shown to produce some improvements in option pricing. To evaluate these assertions, I construct and compare delta hedges of all S&P 500 options traded on the Chicago Board Options Exchange between September 2001 and October 2003 for the Weibull, Black‐Scholes, and gamma models. I also compare implied volatilities and their smiles (i.e., nonlinearities) among the three models. None of the three models improves over the others as far as delta hedging is concerned. Volatilities implied by all three models exhibit statistically significant smiles.  相似文献
