Abstract

The author applies the principle of equivalent utility to price and reserve equity-indexed life insurance. Young and Zariphopoulou (2002a, b) extended this principle to price insurance products in a dynamic framework. However, in those papers, the insurance risks were independent of the risky asset in the financial market. By contrast, the death benefit for equity-indexed life insurance is a function of a risky asset; therefore, this paper further extends the principle of equivalent utility. In a second extension, the author applies the principle of equivalent utility to calculate reserves, as introduced by Gerber (1976). In a related paper, Moore and Young (2002) price equity-indexed pure endowments, the building blocks of equity-indexed life annuities.  相似文献

Abstract

We consider the pricing problem of equity-linked annuities and variable annuities under a regimeswitching model when the dynamic of the market value of a reference asset is driven by a generalized geometric Brownian motion model with regime switching. In particular, we assume that regime switching over time according to a continuous-time Markov chain with a finite number state space representing economy states. We use the Esscher transform to determine an equivalent martingale measure for fair valuation in the incomplete market setting. The paper is complemented with some numerical examples to highlight the implications of our model on pricing these guarantees.  相似文献

In this article, we consider the pricing and hedging of equity-indexed annuities (EIAs) using local risk-minimizing strategies as well as evaluating the capital requirement for these products. Since these products involve mortality as well as financial risks, we integrate mortality risk and propose partial hedging strategies that protect the insurer based on risk measures. The framework we present makes use of sequential local risk-minimizing strategies to take into account all intermediate requirements. To demonstrate the flexibility of this framework we present numerical examples featuring point-to-point EIAs with a two-state regime-switching equity model.  相似文献

We develop a pair of risk measures, health and mortality delta, for the universe of life and health insurance products. A life‐cycle model of insurance choice simplifies to replicating the optimal health and mortality delta through a portfolio of insurance products. We estimate the model to explain the observed variation in health and mortality delta implied by the ownership of life insurance, annuities including private pensions, and long‐term care insurance in the Health and Retirement Study. For the median household aged 51 to 57, the lifetime welfare cost of market incompleteness and suboptimal choice is 3.2% of total wealth.  相似文献

In this paper we ask whether an aspect of social security, namely its role as a provider of insurance against uncertain life spans, is welfare enhancing. To this end we use an OLG model where agents have a bequest motive and differ in sex and marital status and where families are formed and destroyed and their characteristics evolve (exogenously) according to U.S. demographic patterns of marriage, divorce, fertility and mortality. We compare the implications of social security under a variety of market structures that differ in the extent to which life insurance and annuities are available. We find that social security is a bad idea. In economies where the private sector provides annuities and life insurance, it is a bad idea for the standard reason that it distorts the intertemporal margin by lowering the capital stock. In the absence of such securities social security is still a very bad idea, only marginally less so compared with economies with annuities and life insurance. We also explore these issues in a world where people live longer and we find no differences in our answers. As a by-product of our analysis we find that the existence of life insurance opportunities for people is important in welfare terms while that of annuities is not.  相似文献

Abstract

This paper examines a portfolio of equity-linked life insurance contracts and determines risk-minimizing hedging strategies within a discrete-time setup. As a principal example, I consider the Cox-Ross-Rubinstein model and an equity-linked pure endowment contract under which the policyholder receives max(ST , K) at time T if he or she is then alive, where ST is the value of a stock index at the term T of the contract and K is a guarantee stipulated by the contract. In contrast to most of the existing literature, I view the contracts as contingent claims in an incomplete model and discuss the problem of choosing an optimality criterion for hedging strategies. The subsequent analysis leads to a comparison of the risk (measured by the variance of the insurer’s loss) inherent in equity-linked contracts in the two situations where the insurer applies the risk-minimizing strategy and the insurer does not hedge. The paper includes numerical results that can be used to quantify the effect of hedging and describe how this effect varies with the size of the insurance portfolio and assumptions concerning the mortality.  相似文献

Abstract

Substandard annuities pay higher pensions to individuals with impaired health and thus require special underwriting of applicants. Although such risk classification can substantially increase a company's profitability, these products are uncommon except for the well-established U.K. market. In this paper we comprehensively analyze this issue and make several contributions to the literature. First, we describe enhanced, impaired life, and care annuities, and then we discuss the underwriting process and underwriting risk related thereto. Second, we propose a theoretical model to determine the optimal profit-maximizing risk classification system for substandard annuities. Based on the model framework and for given price-demand dependencies, we formally show the effect of classification costs and costs of underwriting risk on profitability for insurers. Risk classes are distinguished by the average mortality of contained insureds, whereby mortality heterogeneity is included by means of a frailty model. Third, we discuss key aspects regarding a practical implementation of our model as well as possible market entry barriers for substandard annuity providers.  相似文献

The definition of the relevant market is crucial to the application of European and German competition law and especially difficult when dealing with insurance markets. Generally, the product and geographic market comprises all products or services that are regarded as substitutable by consumers. In addition, the supply-side substitutability can be taken into consideration. In defining insurance product markets, the supply-side substitutability is decisive, because insurance products are seldom interchangeable from a policy holder’s point of view. Applying the concept of supply-side substitutability to professional indemnity insurances leads to product markets correlating with the different professional groups: Indemnity insurances for physicians constitute a product market; insurances for lawyers, notary publics, tax advisers and public accountants form another market and insurances for architects and construction engineers another one. These product markets are still national markets. Professional indemnity insurances are extensively shaped by the differing legal systems, namely by national insurance contract law, by liability provisions and by a legal obligation to insure. Consequently, policy holders cannot substitute their indemnity insurance with foreign insurance products and insurers are confronted with market entry barriers. However, the proposed directive on services on the internal market and the adopted directive on insurance mediation could result in community-wide markets in the near future.  相似文献

This article examines the markets for long-term care insurance and annuities when there is asymmetric information and there are costs of administering contracts. Individuals differ in terms of their risk aversion. Risk-averse individuals take more care of their health and are relatively high risk in the annuities market and relatively low risk in the long-term care insurance market. In the long-term care insurance market, both separating and partial-pooling equilibria are possible. However, in the stand-alone annuity market, only separating equilibria are possible. We show, consistent with the extant empirical research, that in the presence of administration costs the more risk-averse individuals may buy relatively more long-term care insurance and more annuity coverage. Under the same assumptions, we show that equilibria exist with bundled contracts that Pareto dominate the outcomes with stand-alone contracts and are robust to competition from stand-alone contracts. The remaining empirical puzzle is to explain why bundled contracts are such a small share of the voluntary annuity market.  相似文献

Option pricing and managing equity linked insurance (ELI) require the proper modeling of stock return dynamics. Due to the long duration nature of equity-linked insurance products, a stock return model must be able to deal simultaneously with the preceding stylized facts and the impact of market structure changes. In response, this article proposes stock return dynamics that combine Lévy processes in a regime-switching framework. We focus on a non-Gaussian, generalized hyperbolic distribution. We use the most popular linked equity of ELIs, the S&P 500 index, as an example. The empirical study verifies that the proposed regime-switching generalized hyperbolic (RSGH) model gives the best fit to data. In investigating the effects of stock return modeling on pricing and risk management for financial contracts, we derive the characteristic function, embedded option price, and risk measure of equity-linked insurance analytically. More importantly, we demonstrate that the regime-switching generalized hyperbolic (RSGH) model is realistic and can meet the stylistic facts of stock returns, which in turn can be employed in option pricing and risk management decisions.  相似文献

We propose a model for valuing ruin contingent life annuities under the regime-switching variance gamma process. The Esscher transform is employed to determine the equivalent martingale measure. The PIDE approach is adopted for the pricing formulation. Due to the path dependency of the payoff of the insurance product and the non-existence of a closed-form solution for the PIDE, the finite difference method is utilized to numerically calculate the value of the product. To highlight some practical features of the product, we present a numerical example. Finally, we examine numerically the performance of a simple hedging strategy by investigating the terminal distribution of hedging errors and the associated risk measures such as the value at risk and the expected shortfall. The impacts of the frequency of re-balancing the hedging portfolio on the quality of hedging are also discussed.  相似文献

Variable annuities are insurance products that contain complex guarantees. To manage the financial risks associated with these guarantees, insurance companies rely heavily on Monte Carlo simulation. However, using Monte Carlo simulation to calculate the fair market values of these guarantees for a large portfolio of variable annuities is extremely time consuming. In this article, we propose the class of GB2 distributions to model the fair market values of guarantees to capture the positive skewness typically observed empirically. Numerical results are used to demonstrate and evaluate the performance of the proposed model in terms of accuracy and speed.  相似文献

Abstract

In this paper we present a method for defining a dynamic risk measure from a static risk measure, by backwards iteration. We apply the method to the conditional tail expectation (CTE) risk measure to construct a new, dynamic risk measure, the iterated CTE (ICTE). We show that the ICTE is coherent, consistent, and relevant according to the definitions of Riedel (2003), and we derive formulae for the ICTE for the case where the loss process is lognormal. Finally, we demonstrate the practical implementation of the ICTE to an equity-linked insurance contract with maturity and death benefit guarantees.  相似文献

There is a rich variety of tailored investment products available to the retail investor. These products combine upside participation in bull markets with downside protection in bear markets. Examples include the equity-linked products sold by insurance companies and the structured products marketed by banks. This paper examines a particular contract design for products of this nature. The paper finds the optimal design from the investor's viewpoint. It is assumed that the investor wishes to maximize expected utility of the terminal wealth subject to certain constraints. These constraints include a guaranteed rate of return as well as the opportunity to outperform a benchmark portfolio with a given probability. We derive the explicit form of the optimal design assuming both constraints apply and we illustrate the nature of the solution using some specific examples.  相似文献

The value for money of a standard annuity is the higher, the longer the life expectancy of an insured, and therefore it is only acceptable for persons with an above average life expectancy. The discrepancy is intensified by tax regulations that favor lifelong annuity payments opposed to a lump sum. This discrimination of impaired insureds could be prevented if so-called enhanced annuities were offered, i.e. products where the annuity paid is the larger, the lower the person’s life expectancy. The article presents a quantitative comparison of the risk profile of insurance companies offering standard annuity contracts compared to enhanced annuities and an analysis of the impact of adverse selection on a standard insurer. By definition of individual mortality rates a heterogeneous insurance portfolio is specified. Besides we model the individual underwriting of enhanced annuities. A Monte Carlo Simulation provides results to compare the profit/loss situation of a portfolio of traditional annuity products and a portfolio of enhanced annuities with individual underwriting of different quality and to assess the impact of selection effects.  相似文献

Abstract

As many countries consider mandatory individual retirement accounts as their answer to a secure social security system, the question arises as to whether all workers can get true “market value” annuities when they retire. It is clear today that private-sector life annuities are priced assuming that the applicant is healthy—very healthy. Very little underwriting or risk classification now exists in the individual annuity marketplace. However, if a large percentage of the population were looking to annuitize their social security accounts upon retirement, there would be strong pressure for more risk classes in the annuity-pricing structure.

Even without the advent of individual accounts for social security, the authors of this paper feel there may be real market opportunities for more risk classification in the individual annuity market and the offering of “impaired life annuities.” Given that this pressure does or might soon exist, this paper reviews 45 recent research papers that look at factors that affect mortality after retirement. In particular, factors that seem to be important in predicting retirement mortality include age, gender, race and ethnicity, education, income, occupation, marital status, religion, health behaviors, smoking, alcohol, and obesity. for each factor, this paper gives highlights relative to the named factor of the impact expected from that variable as described in the 45 reviewed research papers.

The authors believe there is a wealth of information contained in the summaries that follow, and it is our sincere hope that this paper will cause an increased interest in a more broadly based risk classification structure for individual annuities.

An equity-linked life insurance contract combines an endowment life insurance and an investment strategy with a minimum guarantee. The benefit of this contract is determined by the guaranteed amount plus a bonus equal to a call on the portfolio. This bonus is similar to an Asian option. This article analyzes the relationship between the periodic insurance premium and its proportional share invested into the portfolio. For a general model of the financial risks we show the existence and uniqueness of an insurance premium. Furthermore the premium is strictly increasing and convex as a function of the share invested.  相似文献

Abstract

One of the acknowledged difficulties with pricing immediate annuities is that underwriting the annuitantis life is the exception rather than the rule. In the absence of underwriting, the price paid for a life-contingent annuity is the same for all sales at a given age. This exposes the market (insurance company and potential policyholder alike) to antiselection. The insurance company worries that only the healthiest people choose a life-contingent annuity and therefore adjust mortality accordingly. The potential policyholders worry that they are not being compensated for their relatively poor health and choose not to purchase what would otherwise be a very beneficial product.

This paper develops a model of underlying, unobserved health. Health is a state variable that follows a first-order Markov process. An individual reaches the state “death” either by accident from any health state or by progressively declining health state. Health state is one-dimensional, in the sense that health can either “improve” or “deteriorate” by moving farther from or close to the “death” state, respectively. The probability of death in a given year is a function of health state, not of age. Therefore, in this model a person is exactly as old as he or she feels.

I first demonstrate that a multistate, ageless Markov model can match the mortality patterns in the common annuity mortality tables. The model is extended to consider several types of mortality improvements: permanent through decreasing probability of deteriorating health, temporary through improved distribution of initial health state, and plateau through the effects of past health improvements.

I then construct an economic model of optimal policyholder behavior, assuming that the policyholder either knows his or her health state or has some limited information. the value of mortality risk transfer through purchasing a life-contingent annuity is estimated for each health state under various risk-aversion parameters. Given the economic model for optimal purchasing of annuities, the value of underwriting (limited information about policyholder health state) is demonstrated.  相似文献

Abstract

The Conditional Tail Expectation (CTE), also called Expected Shortfall or Tail-VaR, is a robust, convenient, practical, and coherent measure for quantifying financial risk exposure. The CTE is quickly becoming the preferred measure for statutory balance sheet valuation whenever real-world stochastic methods are used to set liability provisions. We look at some statistical properties of the methods that are commonly used to estimate the CTE and develop a simple formula for the variance of the CTE estimator that is valid in the large sample limit. We also show that the formula works well for finite sample sizes. Formula results are compared with sample values from realworld Monte Carlo simulations for some common loss distributions, including equity-linked annuities with investment guarantees, whole life insurance and operational risks. We develop the CTE variance formula in the general case using a system of biased weights and explore importance sampling, a form of variance reduction, as a way to improve the quality of the estimators for a given sample size. The paper closes with a discussion of practical applications.  相似文献
