Leverage raises stock volatility, driving a wedge between the cost of debt to shareholders and the cost to undiversified, risk-averse managers. I quantify these “volatility costs” of debt and examine their impact on financing decisions. I find that: (1) the volatility costs of debt can be large for executives exposed to firm-specific risk; (2) for a range of empirically relevant parameters, higher option ownership tends to increase, not decrease, the volatility costs of debt; and (3) for managers with stock options, a stock price increase typically raises volatility costs. For a large sample of US firms, I find evidence that volatility costs affect both the level of and short-term changes in debt, and that volatility costs help explain a firm's choice between debt and equity.  相似文献

This paper presents and tests a model of the volatility of individual companies' stocks, using implied volatilities derived from option prices. The data comes from traded options quoted on the London International Financial Futures Exchange. The model relates equity volatilities to corporate earnings announcements, interest-rate volatility and to four determining variables representing leverage, the degree of fixed-rate debt, asset duration and cash flow inflation indexation. The model predicts that equity volatility is positively related to duration and leverage and negatively related to the degree of inflation indexation and the proportion of fixed-rate debt in the capital structure. Empirical results suggest that duration, the proportion of fixed-rate debt, and leverage are significantly related to implied volatility. Regressions using all four determining variables explain approximately 30% of the cross-sectional variation in volatility. Time series tests confirm an expected drop in volatility shortly after the earnings announcement and in most cases a positive relationship between the volatility of the stock and the volatility of interest rates.  相似文献

Motivated by concerns that stock-based compensation might lead to excessive risk-taking, this paper’s main purpose is to examine the relations between CEO incentives and the cost of debt. Unlike prior research, this paper uses the sensitivities of CEO stock and option portfolios to stock price (delta) and stock return volatility (vega) to measure CEO incentives to invest in risky projects. Higher delta (vega) is predicted to be related to lower (higher) cost of debt. The results show that yield spreads on new debt issues are lower for firms with higher CEO delta and are unrelated to CEO vega. The results also show that yield spreads are higher for firms whose CEOs hold more shares and stock options. In sum, the results suggest that both percentage-ownership and option sensitivity variables are important in understanding relations between CEO incentives and the cost of debt.  相似文献

Abstract

This paper presents a new algorithm to calibrate the option pricing model, i.e. the algorithm that recovers the implied local volatility function from market option prices in the optimal control framework. A unique optimal control is shown to exist. Our algorithm is well-posed. Our numerical experiments show that, with the help of the techniques developed in the field of optimal control, the local volatility function is recovered very well.  相似文献

This paper empirically examines the impact of option trading on the relation between daily stock return volatility and stock trading volume. For a sample of firms for which options were newly listed on the CBOE from 1982 to 1985, the empirical evidence indicates that there is a structural shift in the relation after option trading is introduced. Also, the findings show that daily stock return volatility is significantly and positively correlated with contemporaneous option volume, but not one-day lagged option volume. These results suggest that contemporaneous option volume may be an important variable in modelling daily stock return volatility and heteroskedasticity.  相似文献

In this paper, we develop a closed-form option pricing model with the stock sentiment and option sentiment. First, the model shows that the price of call option is amplified by bullish stock sentiment, and is reduced by stock bearish sentiment, and the price of put option is in the opposite situation. Second, the price of call option is more sensitive to bullish stock sentiment; the price of put option is more sensitive to bearish stock sentiment. Third, the price of call option increases substantially with respect to the stock sentiment and the option sentiment. The price of put option decreases substantially with respect to the stock sentiment, increases substantially with respect to the option sentiment. Fourth, our models also reveal that the option volatility smile is steeper (flatter) when the stock sentiment becomes more bearish (bullish). Finally, stock sentiment and option sentiment lead to the option price deviating from the rational price. The model could offer a partial explanation of some option anomalies: option price bubbles and option volatility smile.  相似文献

We present a Merton (J Finance, 1974)-type structural model of credit risk in which the borrower firm refinances its debt, there is cost for bankruptcy, and the creditor has an option to extend the date of maturity of debt if the firm defaults. We show that a solution exists in such a model and in that solution the creditor has incentive to extend maturity to avoid bankruptcy cost. We solve the model numerically and argue that such maturity extension option for the creditor can have substantial impact on the debt and stock values of the firm.  相似文献

Abstract

We propose a model to describe stock pinning on option expiration dates. We argue that if the open interest on a particular contract is unusually large, delta-hedging in aggregate by floor market-makers can impact the stock price and drive it to the strike price of the option. We derive a stochastic differential equation for the stock price which has a singular drift that accounts for the price-impact of delta-hedging. According to this model, the stock price has a finite probability of pinning at a strike. We calculate analytically and numerically this probability in terms of the volatility of the stock, the time-to-maturity, the open interest for the option under consideration and a ‘price elasticity’ constant that models price impact.  相似文献

We develop an option pricing model for calls and puts written on leveraged equity in an economy with corporate taxes and bankruptcy costs. The model explains implied Black-Scholes volatility biases by relating them to the firm's structural characteristics such as leverage and debt covenants. We test the model by comparing predicted pricing biases with biases observed in a large cross-section of firms with liquid exchange traded option contracts. Our empirical study detects leverage related pricing biases. The magnitudes of these biases correspond to those predicted by our model. We also find significant pricing biases for firms financed primarily by short-term debt. This supports our model because short-term debt introduces net-worth hurdles similar to net-worth covenants.  相似文献

In this study we use estimates of the sensitivities of managers' portfolios to stock return volatility and stock price to directly test the relationship between managerial incentives to bear risk and two important corporate decisions. We find that as the sensitivity of managers' stock option portfolios to stock return volatility increases firms tend to choose higher debt ratios and make higher levels of R&D investment. These results are even stronger in a subsample of firms with relatively low outside monitoring. For these firms, managerial incentives to bear risk play a particularly pivotal role in determining leverage and R&D investment.  相似文献

Abstract

The volatility smile and systematic mispricing of the Black–Scholes option pricing model are the typical motivation for examining stochastic processes other than geometric Brownian motion to describe the underlying stock price. In this paper a new stochastic process is presented, which is a special case of the skew-Brownian motion of Itô and McKean. The process in question is the sum of a standard Brownian motion and an independent reflecting Brownian motion that is similar in construction to the stochastic representation of a skew-normal random variable. This stochastic process is taken in its exponential form to price European options. The derived option price nests the Black–Scholes equation as a special case and is flexible enough to accommodate stochastic volatility as well as stochastic skewness.  相似文献

This paper examines the relationship between option trading activity and stock market volatility. Although the option market is uniquely suited for trading on volatility information, there is little analysis on how trading activity in this market is linked to stock price volatility. The bulk of the discussion tends to focus on whether trading activity in the stock market is informative about stock volatility. To analyze the information in option trading activity for stock market volatility, a sample of 15 stocks with the highest option trading volume is selected. For each stock, it is noted that the trading activities in the put and call option markets have significant explanatory power for stock market volatility. In addition, the results indicate that the call option trading activity has a stronger impact on stock volatility compared with that of the put options. Our results demonstrate that information and sentiment in the option market is useful for the estimation of stock market volatility. Also, the significance of the effects of option trading activity on stock price volatility is observed to be comparable to that of stock market trading activity. Furthermore, the persistence and asymmetric effects in the volatility of some stocks tend to disappear once option trading activity is taken into account.  相似文献

The aim of this paper is to investigate the properties of stochastic volatility models, and to discuss to what extent, and with regard to which models, properties of the classical exponential Brownian motion model carry over to a stochastic volatility setting. The properties of the classical model of interest include the fact that the discounted stock price is positive for all t but converges to zero almost surely, the fact that it is a martingale but not a uniformly integrable martingale, and the fact that European option prices (with convex payoff functions) are convex in the initial stock price and increasing in volatility. We explain why these properties are significant economically, and give examples of stochastic volatility models where these properties continue to hold, and other examples where they fail. The main tool is a construction of a time-homogeneous autonomous volatility model via a time-change.  相似文献

Abstract

The autoregressive random variance (ARV) model introduced by Taylor (1980, 1982, 1986) is a popular version of stochastic volatility (SV) models and a discrete-time simplification of the continuous-time diffusion SV models. This paper introduces a valuation model for options under a discrete-time ARV model with general stock and volatility innovations. It employs the discretetime version of the Esscher transform to determine an equivalent martingale measure under an incomplete market. Various parametric cases of the ARV models, are considered, namely, the log-normal ARV models, the jump-type Poisson ARV models, and the gamma ARV models, and more explicit pricing formulas of a European call option under these parametric cases are provided. A Monte Carlo experiment for some parametric cases is also conducted.  相似文献

Some important puzzles in macro finance can be resolved in a model featuring systematically varying volatility of unpriced shocks to firms? earnings. In the data, the correlation between corporate debt and stock market valuations is low. The model accounts for this via the opposing effect of unpriced earnings risk on levered debt and equity prices. The model also explains the low (or nonexistent) risk-reward relation for the market portfolio of levered equity via the opposing effects of unpriced and priced uncertainty (both components of stock volatility) on the levered equity risk premium. Versions of the model calibrated to empirical measures of both types of fundamental risk can quantitatively substantiate these explanations. Variation in residual earning dispersion accounts for a significant fraction of observed disagreement between debt and equity valuations and of realized stock volatility. The implication that the two components of risk should forecast the levered equity risk premium with opposite signs is also supported in the data. The results are a notable advance for risk-based asset pricing.  相似文献

We investigate the relation between idiosyncratic asset risk and debt maturity dispersion. Idiosyncratic asset volatility represents significant risk, which can impede the ability to obtain or maintain external debt financing necessary for business operations, and is difficult to control given its unpredictable nature. We find that this risk is managed through the maturity structure of debt: firms with higher idiosyncratic asset volatility also have more dispersed maturity structures. Consistent with active management of rollover risk, this relation is weaker for younger firms and stronger for firms without significant credit lines.  相似文献

This paper considers a single barrier option under a local volatility model and shows that any down-and-in option can be priced by a combination of three standard European options whose volatility functions are connected through symmetrization. The symmetrized volatility function is approximated by a sequence of smooth functions that converges to the original one. An approximation formula is developed to price the standard European options with the approximated volatility functions. Finally, we apply the Aitken convergence accelerator to obtain an approximate price of the down-and-in option. Other single barrier options are priced in a similar fashion.  相似文献

Abstract

This paper develops a family of option pricing models when the underlying stock price dynamic is modelled by a regime switching process in which prices remain in one volatility regime for a random amount of time before switching over into a new regime. Our family includes the regime switching models of Hamilton (Hamilton J 1989 Econometrica 57 357–84), in which volatility influences returns. In addition, our models allow for feedback effects from returns to volatilities. Our family also includes GARCH option models as a special limiting case. Our models are more general than GARCH models in that our variance updating schemes do not only depend on levels of volatility and asset innovations, but also allow for a second factor that is orthogonal to asset innovations. The underlying processes in our family capture the asymmetric response of volatility to good and bad news and thus permit negative (or positive) correlation between returns and volatility. We provide the theory for pricing options under such processes, present an analytical solution for the special case where returns provide no feedback to volatility levels, and develop an efficient algorithm for the computation of American option prices for the general case.  相似文献

We examine whether executive stock options can induce excessive risk taking by managers in firms’ security issue decisions. We find that CEOs whose wealth is more sensitive to stock return volatility due to their option holdings are more likely to choose debt over equity as a capital-raising vehicle. More importantly, the pattern holds not only in firms that are underlevered relative to their optimal capital structure but also in overlevered firms. This evidence is inconsistent with executive stock options aligning the interests of managers and shareholders; rather, it supports the hypothesis that stock options sometimes make managers take on too much risk and in the process pursue suboptimal capital structure policies.  相似文献
