Variable annuities (VAs) with various guarantees are popular retirement products in the past decades. However, due to the sophistication of the embedded guarantees, most existing methods only focus on the one of embedded guarantees underlying one specified stochastic model. The method to evaluate VAs with all guarantees and manage its risk is very limited, except for the Monte Carlo method. In this paper, we propose an efficient willow tree method to evaluate VAs embedded with all popular guarantees on the market underlying various stochastic models. Moreover, our tree structure is also applicable to compute dollar delta, value at risk (VaR) and conditional tail expectation (CTE) in hedging and risk-based capital calculation. Numerical experiments demonstrate the accuracy and efficiency of our method in pricing and managing the risk of VAs.  相似文献

Abstract

We consider the pricing problem of equity-linked annuities and variable annuities under a regimeswitching model when the dynamic of the market value of a reference asset is driven by a generalized geometric Brownian motion model with regime switching. In particular, we assume that regime switching over time according to a continuous-time Markov chain with a finite number state space representing economy states. We use the Esscher transform to determine an equivalent martingale measure for fair valuation in the incomplete market setting. The paper is complemented with some numerical examples to highlight the implications of our model on pricing these guarantees.  相似文献

The purpose of the article is to apply contingent claim theory to the valuation of the type of participating life insurance policies commonly sold in the UK. The article extends the techniques developed by Haberman, Ballotta, and Wang (2003) to allow for the default option. The default option is a feature of the design of these policies, which recognizes that the insurance company's liability is limited by the market value of the reference portfolio of assets underlying the policies that have been sold. The valuation approach is based on the classical contingent claim pricing “machinery,” underpinned by Monte Carlo techniques for the computation of fair values. The article addresses in particular the issue of a fair contract design for a complex type of participating policy and analyzes in detail the feasible set of policy design parameters that would lead to a fair contract and the trade‐offs between these parameters.  相似文献

In this article, we introduce a premium principle for equity‐indexed annuities (EIAs). Traditional actuarial loadings that protect insurance companies against risks cannot be extended to the valuation of EIAs since these products are embedded with various financial guarantees. We proposed a loaded premium that protects the issuers against the financial and mortality risks. We first obtain the fair premium based on a fair value of the equity‐linked contract using arbitrage‐free theory. Assuming a specific risk level for hedging errors, we obtain a new participation rate based on a security loading. A detailed numerical analysis is performed for a point‐to‐point EIA.  相似文献

The value for money of a standard annuity is the higher, the longer the life expectancy of an insured, and therefore it is only acceptable for persons with an above average life expectancy. The discrepancy is intensified by tax regulations that favor lifelong annuity payments opposed to a lump sum. This discrimination of impaired insureds could be prevented if so-called enhanced annuities were offered, i.e. products where the annuity paid is the larger, the lower the person’s life expectancy. The article presents a quantitative comparison of the risk profile of insurance companies offering standard annuity contracts compared to enhanced annuities and an analysis of the impact of adverse selection on a standard insurer. By definition of individual mortality rates a heterogeneous insurance portfolio is specified. Besides we model the individual underwriting of enhanced annuities. A Monte Carlo Simulation provides results to compare the profit/loss situation of a portfolio of traditional annuity products and a portfolio of enhanced annuities with individual underwriting of different quality and to assess the impact of selection effects.  相似文献

Variable annuities are investment vehicles offered by insurance companies that combine a life insurance policy with long-term financial guarantees. These guarantees expose the insurer to market risks, such as volatility and interest rate risks, which can be managed only with a hedging strategy. The objective of this article is to study the effectiveness of dynamic delta-rho hedging strategies for mitigating interest rate risk in variable annuities with either a guaranteed minimum death benefit or guaranteed minimum withdrawal benefit rider. Our analysis centers on three important practical issues: (1) the robustness of delta-rho hedging strategies to model uncertainty, (2) the impact of guarantee features (maturity versus withdrawal benefits) on the performance of the hedging strategy, and (3) the importance of hedging interest rate risk in either a low and stable or rising interest rate environment. Overall, we find that the impact of interest rate risk is equally felt for the two types of products considered, and that interest rate hedges do lead to a significant risk reduction for the insurer, even when the ongoing low interest rate environment is factored in.  相似文献

Recent variable annuities offer participation in the equity market and attractive protection against downside movements. Accurately quantifying this additional equity market risk and robustly hedging options embedded in the guarantees of variable annuities are new challenges for insurance companies. Due to sensitivities of the benefits to tails of the account value distribution, a simple Black–Scholes model is inadequate in preventing excessive liabilities. A model which realistically describes the real world price dynamics over a long time horizon is essential for the risk management of the variable annuities. In this article, both jump risk and volatility risk are considered for risk management of lookback options embedded in guarantees with a ratchet feature. We evaluate relative performances of delta hedging and dynamic discrete risk minimization hedging strategies. Using the underlying as the hedging instrument, we show that, under a Black–Scholes model, local risk minimization hedging can be significantly better than delta hedging. In addition, we compare risk minimization hedging using the underlying with that of using standard options. We demonstrate that, under a Merton's jump diffusion model, hedging using standard options is superior to hedging using the underlying in terms of the risk reduction. Finally, we consider a market model for volatility risks in which the at‐the‐money implied volatility is a state variable. We compute risk minimization hedging by modeling at‐the‐money Black–Scholes implied volatility explicitly; the hedging effectiveness is evaluated, however, under a joint model for the underlying price and implied volatility. Our computational results suggest that, when implied volatility risk is suitably modeled, risk minimization hedging using standard options, compared to hedging using the underlying, can potentially be more effective in risk reduction under both jump and volatility risks.  相似文献

Abstract

Longevity risk has become a major challenge for governments, individuals, and annuity providers in most countries. In its aggregate form, the systematic risk of changes to general mortality patterns, it has the potential for causing large cumulative losses for insurers. Since obvious risk management tools, such as (re)insurance or hedging, are less suited for managing an annuity provider’s exposure to this risk, we propose a type of life annuity with benefits contingent on actual mortality experience.

Similar adaptations to conventional product design exist with investment-linked annuities, and a role model for long-term contracts contingent on actual cost experience can be found in German private health insurance. By effectively sharing systematic longevity risk with policyholders, insurers may avoid cumulative losses.

Policyholders also gain in comparison with a comparable conventional annuity product: Using a Monte Carlo simulation, we identify a significant upside potential for policyholders while downside risk is limited.  相似文献

This article takes a contingent claim approach to the market valuation of equity and liabilities in life insurance companies. A model is presented that explicitly takes into account the following: (i) the holders of life insurance contracts (LICs) have the first claim on the company's assets, whereas equity holders have limited liability; (ii) interest rate guarantees are common elements of LICs; and (iii) LICs according to the so‐called contribution principle are entitled to receive a fair share of any investment surplus. Furthermore, a regulatory mechanism in the form of an intervention rule is built into the model. This mechanism is shown to significantly reduce the insolvency risk of the issued contracts, and it implies that the various claims on the company's assets become more exotic and obtain barrier option properties. Closed valuation formulas are nevertheless derived. Finally, some representative numerical examples illustrate how the model can be used to establish the set of initially fair contracts and to determine the market values of contracts after their inception.  相似文献

In this paper we ask whether an aspect of social security, namely its role as a provider of insurance against uncertain life spans, is welfare enhancing. To this end we use an OLG model where agents have a bequest motive and differ in sex and marital status and where families are formed and destroyed and their characteristics evolve (exogenously) according to U.S. demographic patterns of marriage, divorce, fertility and mortality. We compare the implications of social security under a variety of market structures that differ in the extent to which life insurance and annuities are available. We find that social security is a bad idea. In economies where the private sector provides annuities and life insurance, it is a bad idea for the standard reason that it distorts the intertemporal margin by lowering the capital stock. In the absence of such securities social security is still a very bad idea, only marginally less so compared with economies with annuities and life insurance. We also explore these issues in a world where people live longer and we find no differences in our answers. As a by-product of our analysis we find that the existence of life insurance opportunities for people is important in welfare terms while that of annuities is not.  相似文献

Abstract

The Conditional Tail Expectation (CTE), also called Expected Shortfall or Tail-VaR, is a robust, convenient, practical, and coherent measure for quantifying financial risk exposure. The CTE is quickly becoming the preferred measure for statutory balance sheet valuation whenever real-world stochastic methods are used to set liability provisions. We look at some statistical properties of the methods that are commonly used to estimate the CTE and develop a simple formula for the variance of the CTE estimator that is valid in the large sample limit. We also show that the formula works well for finite sample sizes. Formula results are compared with sample values from realworld Monte Carlo simulations for some common loss distributions, including equity-linked annuities with investment guarantees, whole life insurance and operational risks. We develop the CTE variance formula in the general case using a system of biased weights and explore importance sampling, a form of variance reduction, as a way to improve the quality of the estimators for a given sample size. The paper closes with a discussion of practical applications.  相似文献

Abstract

In this paper we develop a valuation method for equity-linked insurance products. We assume that the premium information of term life insurances, pure endowment insurances, and endowment insurances at all maturities is obtainable within a company or from the insurance market. Using a method similar to that of Jarrow and Turnbull (1995), we derive three martingale probability measures associated with these basic insurance products. These measures are agedependent, include an adjustment for the mortality risk, and reproduce the premiums of the respective insurance products. We then extend the martingale measures to include the financial market information using copulas and use them to evaluate equity-linked insurance contracts and equity-indexed annuities in particular. This is different from the traditional approach under which diversification of mortality risk is assumed. A detailed numerical analysis is performed for various existing equity-indexed annuities in the North American market.  相似文献

Although annuities are a theoretically appealing way to manage longevity risk, in the real world relatively few consumers purchase them at retirement. To counteract the possibility of retirees outliving their assets, Singapore's Central Provident Fund, a national defined contribution pension scheme, has recently mandated annuitization of workers’ retirement assets. More significantly, the government has entered the insurance market as a public‐sector provider for such annuities. This article evaluates the money's worth of life annuities and discusses the impact of the government mandate and its role as an annuity provider on the insurance market.  相似文献

We consider the problem of evaluating variable annuities with a guaranteed minimum withdrawal benefit under a regime-switching model. We propose a trinomial lattice model to approximate the evolution of the investment fund value and the policy value at inception is computed through a backward induction scheme. Finally, the insurance fee is computed as the solution of the equation that makes the contract actuarially fair. Numerical results are reported to illustrate the consistency of the proposed model.  相似文献

This article examines the markets for long-term care insurance and annuities when there is asymmetric information and there are costs of administering contracts. Individuals differ in terms of their risk aversion. Risk-averse individuals take more care of their health and are relatively high risk in the annuities market and relatively low risk in the long-term care insurance market. In the long-term care insurance market, both separating and partial-pooling equilibria are possible. However, in the stand-alone annuity market, only separating equilibria are possible. We show, consistent with the extant empirical research, that in the presence of administration costs the more risk-averse individuals may buy relatively more long-term care insurance and more annuity coverage. Under the same assumptions, we show that equilibria exist with bundled contracts that Pareto dominate the outcomes with stand-alone contracts and are robust to competition from stand-alone contracts. The remaining empirical puzzle is to explain why bundled contracts are such a small share of the voluntary annuity market.  相似文献

This article estimates the cost of the federal pension insurance program. Pension insurance claims have an important market‐risk component, which means that the cost of the exposure cannot be estimated by discounting future claims by the risk‐free rate. Moreover, owing to the complexity of the insurance contract, its price cannot be estimated with known options formulas without introducing an error of nonquantifiable magnitude. To circumvent these problems, we model the insurance program in its full complexity and use a Monte Carlo method. By hedging the exposure with a dynamic premium policy that offloads the market risk to the insureds, one can calculate the risk‐free, or actuarial, cost of that policy. One can also characterize the nature of the subsidy and its structure across insured plans. Finally, we provide an estimate of the implicit cost of the hedge function that taxpayers currently are providing for zero remuneration. The model shows that simple contingent claims models of pension insurance result in a price that is about triple the true market cost of the insurance, and that pension insurance models that ignore market risk understate the cost by half. The solution demonstrates the broad characteristics that might characterize a credible private‐sector version of pension insurance.  相似文献

Abstract

This paper considers the pricing of equity-indexed annuities (EIAs). Traditionally, the values of the guarantees embedded in these contracts are priced by modeling the underlying index fund while keeping the interest rates constant. The assumption of constant interest rates becomes unrealistic in pricing and hedging the EIAs since the embedded guarantees are often of much longer maturity. To solve this problem, the authors propose an economic model that has the flexibility of modeling the underlying index fund as well as the interest rates. Some popular EIAs are illustrated to assess the implication of the proposed model.  相似文献

We present regression-based Monte Carlo simulation algorithm for solving the stochastic control models associated with pricing and hedging of the guaranteed lifelong withdrawal benefit (GLWB) in variable annuities, where the dynamics of the underlying fund value is assumed to evolve according to the stochastic volatility model. The GLWB offers a lifelong withdrawal benefit, even when the policy account value becomes zero, while the policyholder remains alive. Upon death, the remaining account value will be paid to the beneficiary as a death benefit. The bang-bang control strategy analysed under the assumption of maximization of the policyholder’s expected cash flow reduces the strategy space of optimal withdrawal policies to three choices: zero withdrawal, withdrawal at the contractual amount or complete surrender. The impact on the GLWB value under various withdrawal behaviours of the policyholder is examined. We also analyse the pricing properties of GLWB subject to different model parameter values and structural features.  相似文献

The present contribution analyzes the implications of two central factors influencing the asset allocation decision of (German) life insurance companies, the development of the equity market on one hand and the interest rate guarantees included in traditional life insurance products on the other. The adverse development of share prices in 2000–2002 implies the necessity to consider not only ?normal“ volatility but also worst case-developments for the purpose of risk control. Formally this is done by using the risk measures value-at-risk and conditional value-at-risk. The specific ?myopic“ nature of interest rate guarantees in German life insurance products, which are granted on a yearly basis implies — beyond the general control of the shortfall risk with respect to the guaranteed interest rates — the necessity to per-form the asset allocation on a yearly basis to be in conformity with the time horizon of the liabilities.On the basis of a quantitative approach corresponding model calculations are performed. Thereby not only a pure market valuation is considered but also institutional peculiarities (hidden reserves, accounting norms) of German life insurance companies. The possibility of a riskless one-year investment, either based on market values or on balance sheet values, is revealed to be crucial for giving interest rate guarantees on a yearly basis.  相似文献
