This paper investigates a dynamic trading problem with transaction cost and uncertain exit time in a general Markov market, where the mean vector and covariance matrix of returns depend on the states of the stochastic market, and the market state is regime switching in a time varying state set. Following the framework proposed by Gârleanu and Pedersen (2013), the investor maximizes his or her multi-period mean–variance utility, net of quadratic transaction costs capturing the linear price impact where trades lead to temporary linear changes in prices. The explicit expression for the optimal strategy is derived by using matrix theory technique and dynamic programming approach. Finally, numerical examples are provided to study the effects of transition cost and exit probability on the wealth process, the trading strategy, turnover rate and the total transaction cost.

Garleanu and Pedersen (2013) show that the optimal static portfolio policy in light of quadratic transaction costs is a weighted average of the existing portfolio and the target portfolio. In this paper, we demonstrate the importance of the robust target portfolio in the static portfolio policy that considers quadratic transaction costs. By using both empirical and simulated data, we find no evidence that the optimal dynamic portfolio policy proposed by Garleanu and Pedersen (2013) is superior to the static portfolio policy that trades towards the robust target portfolio. The robust target portfolio is achieved by either introducing time-varying covariances or restricting portfolio weights. Furthermore, the static portfolio with time-varying covariances and the short sale-constrained static portfolio are both very efficient in reducing portfolio turnover. The good performance of the static portfolio policy is robust to parameter uncertainty and trading parameters.

This paper investigates whether familiarity induced by ambiguity aversion can help explaining the local bias phenomenon among individual investors. Using geographic closeness as a proxy for investor familiarity, we find that investors pull out of (unfamiliar) remote stocks and pour into (familiar) local stocks during times of increased market uncertainty. Moreover, the magnitude of this ‘flight to familiarity’ increases in the spread of an investor's ambiguity (about expected returns) between local and remote stocks. Our results prove robust to a number of alternative explanations of local bias. Specifically, we rule out a ‘home-field advantage’, where investors are able to translate information advantages about nearby companies into excess returns on their local stockholdings. We conclude that individual investors’ local bias is induced by ambiguity aversion in the portfolio selection process rather than a trading strategy based on superior information about local companies.

We solve, in closed form, a stock-bond-cash portfolio problem of a risk- and ambiguity-averse investor when interest rates and the inflation rate are stochastic. The expected inflation rate is unobservable, but the investor can learn about it from observing realized inflation and stock and bond prices. The investor is ambiguous about the inflation model and prefers a portfolio strategy which is robust to model misspecification. Ambiguity about the inflation dynamics is shown to affect the optimal portfolio fundamentally different than ambiguity about the price dynamics of traded assets, for example the optimal portfolio weights can be increasing in the degree of ambiguity aversion. In a numerical example, the optimal portfolio is significantly affected by the learning about expected inflation and somewhat affected by ambiguity aversion. The welfare loss from ignoring learning or ambiguity can be considerable.

We analyze the optimal stock-bond portfolio under both learning and ambiguity aversion. Stock returns are predictable by an observable and an unobservable predictor, and the investor has to learn about the latter. Furthermore, the investor is ambiguity-averse and has a preference for investment strategies that are robust to model misspecifications. We derive a closed-form solution for the optimal robust investment strategy. We find that both learning and ambiguity aversion impact the level and structure of the optimal stock investment. Suboptimal strategies resulting either from not learning or from not considering ambiguity can lead to economically significant losses.

We determine the optimal investment strategy for an ambiguity-averse investor in a setting with stochastic interest rates. The investor has access to stocks, bonds, and a bank account and he is ambiguous about the expected rate of return of both bonds and stocks. The investor can have different levels of ambiguity aversion about the two types of risky assets. We find that it is more important to take model uncertainty about the stock dynamics than model uncertainty about the bond dynamics into account. Furthermore, the investor’s ambiguity increases his hedging demand. Consequently, the bond/stock ratio increases with his ambiguity and implies less extreme positions in the bank account. Altogether, our model yields portfolio allocations which are more in line with what is implementable in practice. Finally, we demonstrate that neglecting model uncertainty implies significant losses for the investor.

This paper provides the optimal multivariate intertemporal portfolio for an ambiguity averse investor, who has access to stocks and derivative markets, in closed form. The stock prices follow stochastic covariance processes and the investor can have different levels of uncertainty about the diffusion parts of the stocks and the covariance structure. We find strong evidence that the optimal exposures to stock and covariance risks are significantly affected by ambiguity aversion. Welfare analyses show that investors who ignore model uncertainty incur large losses, larger than those suffered under the embedded one-dimensional cases. We further confirm large welfare losses from not trading in derivatives as well as ignoring intertemporal hedging, we study the impact of ambiguity in that regard and justify the importance of including these factors in the scope of portfolio optimization. Conditions are provided for a well-behaved solution in general, together with verification theorems for the incomplete market case.

Considering the implementability and the properties that a reasonable and realistic risk measure should satisfy, we propose a new class of risk measures based on generalized lower deviation with respect to a chosen benchmark. Besides convexity and monotonicity, our new risk measure can reflect the investor's degree of risk aversion as well as the fat-tail phenomenon of the loss distribution with the help of different benchmarks and weighted functions. Based on the new risk measure, we establish a realistic portfolio selection model taking market frictions into account. To examine the influence of the benchmarks and weighted functions on the optimal portfolio and its performance, we carry out a series of empirical studies in Chinese stock markets. Our in-sample and out-of-sample results show that the new risk measure and the corresponding portfolio selection model can reflect the investor's risk averse attitude and the impact of different trading constraints. Most importantly, with the new risk measure we can obtain an optimal portfolio which is more robust and superior to the optimal portfolios obtained with the traditional expected shortfall risk measures.

We estimate the daily integrated variance and covariance of stock returns using high-frequency data in the presence of jumps, market microstructure noise and non-synchronous trading. For this we propose jump robust two time scale (co)variance estimators and verify their reduced bias and mean square error in simulation studies. We use these estimators to construct the ex-post portfolio realized volatility (RV) budget, determining each portfolio component’s contribution to the RV of the portfolio return. These RV budgets provide insight into the risk concentration of a portfolio. Furthermore, the RV budgets can be directly used in a portfolio strategy, called the equal-risk-contribution allocation strategy. This yields both a higher average return and lower standard deviation out-of-sample than the equal-weight portfolio for the stocks in the Dow Jones Industrial Average over the period October 2007–May 2009.

We propose a trading strategy based on error correction term (ECT), the residuals from the cointegration relation between the levels of security and the market portfolio. We find that buying stocks in the top 10 % ECT and selling stocks in the bottom 10 % ECT generates 1.09 % a month for 6-month holding period over 1965–2005. The monthly return increases to 1.57 % when the above trading strategy is applied to stocks with insignificant cointegration with the market portfolio. This profit is robust to three and four factor models. Moreover, this profit is neither driven by small and illiquid stocks nor is the result of any inherent positive serial correlation.

Variable Selection for Portfolio Choice
We study asset allocation when the conditional moments of returns are partly predictable. Rather than first model the return distribution and subsequently characterize the portfolio choice, we determine directly the dependence of the optimal portfolio weights on the predictive variables. We combine the predictors into a single index that best captures time variations in investment opportunities. This index helps investors determine which economic variables they should track and, more importantly, in what combination. We consider investors with both expected utility (mean variance and CRRA) and nonexpected utility (ambiguity aversion and prospect theory) objectives and characterize their market timing, horizon effects, and hedging demands.

A portfolio optimization problem for an investor who trades T-bills and a mean-reverting stock in the presence of proportional and convex transaction costs is considered. The proportional transaction cost represents a bid-ask spread, while the convex transaction cost is used to model delays in capital allocations. I utilize the historical bid-ask spread in US stock market and assume that the stock reverts on yearly basis, while an investor follows monthly changes in the stock price. It is found that proportional transaction cost has a relatively weak effect on the expected return and the Sharpe ratio of the investor's portfolio. Meantime, the presence of delays in capital allocations has a dramatic impact on the expected return and the Sharpe ratio of the investor's portfolio. I also find the robust optimal strategy in the presence of model uncertainty and show that the latter increases the effective risk aversion of the investor and makes her view the stock as more risky.

Literature on dynamic portfolio choice has been finding that volatility risk has low impact on portfolio choice. For example, using long-run US data, Chacko and Viceira [2005. “Dynamic Consumption and Portfolio Choice with Stochastic Volatility in Incomplete Markets.” The Review of Financial Studies 18 (4): 1369–1402] found that intertemporal hedging demand (required by investors for protection against adverse changes in volatility) is empirically small even for highly risk-averse investors. We want to assess if this continues to be true in the presence of ambiguity. Adopting robust control and perturbation theory techniques, we study the problem of a long-horizon investor with recursive preferences that faces ambiguity about the stochastic processes that generate the investment opportunity set. We find that ambiguity impacts portfolio choice, with the relevant channel being the return process. Ambiguity about the volatility process is only relevant if, through a specific correlation structure, it also induces ambiguity about the return process. Using the same long-run US data, we find that ambiguity about the return process may be empirically relevant, much more than ambiguity about the volatility process. Anyway, intertemporal hedging demand is still very low: investors are essentially focused on the short-term risk–return characteristics of the risky asset.

In this paper, we present a computationally tractable optimization method for a robust mean-CVaR portfolio selection model under the condition of distribution ambiguity. We develop an extension that allows the model to capture a zero net adjustment via a linear constraint in the mean return, which can be cast as a tractable conic programme. Also, we adopt a nonparametric bootstrap approach to calibrate the levels of ambiguity and show that the portfolio strategies are relatively immune to variations in input values. Finally, we show that the resulting robust portfolio is very well diversified and superior to its non-robust counterpart in terms of portfolio stability, expected returns and turnover. The results of numerical experiments with simulated and real market data shed light on the established behaviour of our distributionally robust optimization model.

We investigate the practical issues of implementing the self-financing pairs portfolio trading strategy presented by Gatev et al. (2006). We also provide new evidence on the profitability of pairs trading under different weighting structures and trade initiation conditions. Using data from the Finnish stock market over the period 1987–2008, we find pairs trading to be profitable even after allowing for a one day delay in the trade initiation after the signal. On average, the annualized return can be as high as 12.5%, though requiring trading on days a pair is traded lowers the return approximately by three percentage points. On the other hand, lowering the threshold for opening a pair is found to increase returns even after accounting for trading costs, indicating that there might be a more optimal trade initiation threshold available than that presented in earlier literature. The profits are not related to market risk. Pairs trading strategy is found to produce positive alpha during the sample period.

We consider a large trader liquidating a portfolio using a transparent trading venue with price impact and a dark pool with execution uncertainty. The optimal execution strategy uses both venues continuously, with dark pool orders over-/underrepresenting the portfolio size depending on return correlations; trading at the traditional venue is delayed depending on dark liquidity. Pushing up prices at the traditional venue while selling in the dark pool might generate profits. If future returns depend on historical dark pool liquidity, then sending orders to the dark pool can be worthwhile simply to gather information.

The paper develops measures of home bias for 42 countries over the period 2001 to 2011 by employing various models: international capital asset pricing model (ICAPM), classical mean-variance, minimum-variance, Bayes–Stein, Bayesian, and multi-prior correction to Bayesian. ICAPM country portfolio weights are computed relative to world market capitalization. Bayesian model allows for various degrees of mis-trust in the ICAPM and multi-prior model's investors' ambiguity aversion. Mean-variance computes optimal weights by sample estimates of mean and covariance matrix of sample return and Bayes–Stein improves precision associated with estimating the expected return of each asset. The paper finds that, for few countries, there is not much change in home bias measures using various models. Foreign listing, idiosyncratic risk, beta, natural resources rents, size, global financial crisis and institutional quality have significant impact on home bias. There are policy implications associated with home bias.

Nonlinearly weighted convex risk measure and its application
We propose a new class of risk measures which satisfy convexity and monotonicity, two well-accepted axioms a reasonable and realistic risk measure should satisfy. Through a nonlinear weight function, the new measure can flexibly reflect the investor’s degree of risk aversion, and can control the fat-tail phenomenon of the loss distribution. A realistic portfolio selection model with typical market frictions taken into account is established based on the new measure. Real data from the Chinese stock markets and American stock markets are used for empirical comparison of the new risk measure with the expected shortfall risk measure. The in-sample and out-of-sample empirical results show that the new risk measure and the corresponding portfolio selection model can not only reflect the investor’s risk-averse attitude and the impact of different trading constraints, but can find robust optimal portfolios, which are superior to the corresponding optimal portfolios obtained under the expected shortfall risk measure.
