In this paper, we develop sufficient conditions on probability distributions for a three moment (mean, variance, and skewness) consumption-oriented capital asset pricing model (CAPM) to price correctly a subset of assets. The assumptions that individuals in an allocationally efficient capital market have identical probability beliefs and monotone increasing strictly concave utility functions displaying nonincreasing absolute risk aversion imply an aggregate preference function that exhibits preference for expected return, aversion to variance of return, and preference for positive skewness. For otherwise arbitrary preferences, we show that quadratic characteristic lines are sufficient for a subset of assets to be priced according to a three moment consumption-oriented CAPM.  相似文献

It is well known that the standard mean variance approach can be inappropriate when return distributions feature skewness, fat tails or multimodes. This is typically the situation for portfolios including derivatives. In this case, it can be necessary to come back to the basic expected utility approach. In this paper, an efficient portfolio maximizes the expected utility of future wealth. This paper presents an analysis of the efficiency frontier, formed by a set of efficient portfolios corresponding to a parameterized class of utility functions. First, we discuss the estimation of an efficient portfolio and introduce several tests of the efficiency hypothesis, depending on what is known about the utility function and the budget level. Next we analyse the shape of the frontier and develop a procedure for testing the separability of the efficiency frontier into K independent funds. The inference is semi-nonparametric because the return distribution is left unspecified. We illustrate our approach by an application to portfolios including derivatives.  相似文献

This article examines the relationship between risk, return, skewness, and utility-based preferences. Examples are constructed showing that, for any commonly used utility function, it is possible to have two continuous unimodal random variables X and Y with positive and equal means, X having a larger variance and lower positive skewness than Y, and yet X has larger expected utility than Y, contrary to persistent folklore concerning U > 0 implying skewness preference for risk averters. In additon, it is shown that ceteris paribus analysis of preferences and moments, as occasionally used in the literature, is impossible since equality of higher-order central moments implies the total equality of the distributions involved.  相似文献

This paper examines the impact of co-kurtosis on asset pricing using a four-moment capital asset pricing model. It is shown that, in the presence of skewness and kurtosis in asset return distribution, the expected excess rate of return is related not only to the systematic variance but also to the systematic skewness and systematic kurtosis. Investors are compensated in higher expected return for bearing the systematic variance and the systematic kurtosis risks. Investors also forego the expected excess return for taking the benefit of increasing the systematic skewness.  相似文献

This research presents a method for estimating the parameters of the binomial option pricing model necessary to appropriately price calls on assets with asymmetric end-of-period return distributions. Parameters of the binomial model are shown to be a function of the mean, variance, and skewness of the underlying return distribution. It is also shown that failure to incorporate skewness results in the mispricing of the call.  相似文献

Many investment decision models are formulated on the basis of certain assumptions regarding investor's tastes combined with the assumed objective of expected utility maximization. The rules are often expressed in the form of a finite number of moments of the returns distributions, depending on the specific utility function restrictions imposed. For example, mean/variance decisions have been derived using the assumption of a quadratic preference function. Borch (1969) and many others have demonstrated the ambiguity of mean/variance decision rules based on this specific utility functional form. In this note, Borch's findings are extended t o all investment decision rules based on the assumption of any finite order utility function for a general class of risk averters.  相似文献

In this paper, we show that if asset returns follow a generalized hyperbolic skewed t distribution, the investor has an exponential utility function and a riskless asset is available, the optimal portfolio weights can be found either in closed form or using a successive approximation scheme. We also derive lower bounds for the certainty equivalent return generated by the optimal portfolios. Finally, we present a study of the performance of mean–variance analysis and Taylor’s series expected utility expansion (up to the fourth moment) to compute optimal portfolios in this framework.  相似文献

The empirical mean–variance evidence comparing the performance of Socially Responsible Investments (SRI) and conventional investments suggests that there is no significant difference between the two. This paper re-examines the problem in the context of Marginal Conditional Stochastic Dominance (MCSD), which can accommodate any return distribution or concave utility function. Our results provide strong evidence that there is a financial price to be paid for socially responsible investing. Indices composed of socially responsible firms are MCSD dominated by trademarked indices composed of conventional firms as well as by indices carefully matched by size and industry with the firms in the SRI indices. Zero cost portfolios created by shorting the SRI index and using the proceeds to invest in the conventional index generate higher average returns, lower variance and higher skewness than either of the two indices standing alone. They also MCSD dominate the SRI and conventional indices standing alone.  相似文献

Under clean‐surplus accounting, the log return on a stock can be decomposed into a linear function of the contemporaneous log return on equity, the contemporaneous log dividend–price ratio (if the stock pays a dividend), and both the contemporaneous and lagged values of the log book‐to‐market equity ratio. This paper studies the implications of this decomposition for the cross‐section of conditional expected stock returns. The empirical analysis reveals that the log accounting ratios capture cross‐sectional variation in both the conditional mean and conditional variance of log stock returns, which is consistent with the decomposition. It also brings fresh insights to the relation between firm size (market equity) and conditional expected stock returns. The evidence indicates that the conditional median return increases with firm size, while the conditional return skewness decreases with firm size. Empirically, the skewness effect outweighs the median effect, leading to the well‐documented inverse relation between size and average returns. The results of out‐of‐sample tests suggest that investors could use the information provided by the observed values of the log accounting ratios to formulate more effective portfolio strategies.  相似文献

If asset returns have systematic skewness, expected returns should include rewards for accepting this risk. We formalize this intuition with an asset pricing model that incorporates conditional skewness. Our results show that conditional skewness helps explain the cross-sectional variation of expected returns across assets and is significant even when factors based on size and book-to-market are included. Systematic skewness is economically important and commands a risk premium, on average, of 3.60 percent per year. Our results suggest that the momentum effect is related to systematic skewness. The low expected return momentum portfolios have higher skewness than high expected return portfolios.  相似文献

Regulators of some of the major markets have adopted value at risk (VaR) as the risk measure for structured products. Under the mean-VaR framework, this paper discusses the impact of the underlying’s distribution on structured products. We expand the expected return and the VaR of a structured product with its underlying’s moments (mean, variance, skewness, and kurtosis), so that the impact of the moments can be investigated simultaneously. Results are tested by Monte Carlo and historical simulations. The findings show that for the majority of structured products, underlyings with large positive skewness are preferred. The preferences for the variance and the kurtosis of the underlying are both ambiguous.  相似文献

Available empirical evidence suggests that skewness preference plays an important role in understanding asset pricing and gambling. This paper establishes a skewness-comparability condition on probability distributions that is necessary and sufficient for any decision-maker's preferences over the distributions to depend on their means, variances, and third moments only. Under the condition, an Expected Utility maximizer's preferences for a larger mean, a smaller variance, and a larger third moment are shown to parallel, respectively, his preferences for a first-degree stochastic dominant improvement, a mean-preserving contraction, and a downside risk decrease and are characterized in terms of the von Neumann-Morgenstern utility function in exactly the same way. By showing that all Bernoulli distributions are mutually skewness comparable, we further show that in the wide range of economic models where these distributions are used individuals’ decisions under risk can be understood as trade-offs between mean, variance, and skewness. Our results on skewness-inducing transformations of random variables can also be applied to analyze the effects of progressive tax reforms on the incentive to make risky investments.  相似文献

Abstract

In this paper, we propose a new GARCH-in-Mean (GARCH-M) model allowing for conditional skewness. The model is based on the so-called z distribution capable of modeling skewness and kurtosis of the size typically encountered in stock return series. The need to allow for skewness can also be readily tested. The model is consistent with the volatility feedback effect in that conditional skewness is dependent on conditional variance. Compared to previously presented GARCH models allowing for conditional skewness, the model is analytically tractable, parsimonious and facilitates straightforward interpretation.Our empirical results indicate the presence of conditional skewness in the monthly postwar US stock returns. Small positive news is also found to have a smaller impact on conditional variance than no news at all. Moreover, the symmetric GARCH-M model not allowing for conditional skewness is found to systematically overpredict conditional variance and average excess returns.  相似文献

Bond and stock returns have been observed in the literature to exhibit unconditional skewness and temporal persistence in conditional skewness. We demonstrate that observed persistence in conditional third central moments can be due to the spillover of conditional variance dynamics. The confounding of true skewness and a variance spillover effect is problematic for financial modeling. Using market data, we empirically demonstrate that a simple standardization approach removes the variance‐induced skewness persistence. An important implication is that more parsimonious return and asset pricing models result if skewness persistence need not be modeled.  相似文献

The passage of financial institution reform legislation such as the Depository Institution Deregulation and Monetary Control Act of 1980 is thought to reduce disintermediation. This paper shows that the prevailing “mean difference” explanation for disintermediation is insufficient. Furthermore, this paper shows that two-moment expected utility explains depositors' mixing behavior but does not fully explain disintermediation. Maximization of expected utility in the form of a power function is used to show that skewness in expectations explains the shifts from thrift deposits that characterize disintermediation.  相似文献

In this paper we consider a decision maker whose utility function has a kink at the reference point with different functions below and above this reference point. We also suppose that the decision maker generally distorts the objective probabilities. First we show that the expected utility function of this decision maker can be approximated by a function of mean and partial moments of distribution. This 'mean-partial moments' utility generalises not only mean-variance utility of Tobin and Markowitz, but also mean-semivariance utility of Markowitz. Then, in the spirit of Arrow and Pratt, we derive an expression for a risk premium when risk is small. Our analysis shows that a decision maker in this framework exhibits three types of aversions: aversion to loss, aversion to uncertainty in gains, and aversion to uncertainty in losses. Finally we present a solution to the optimal capital allocation problem and derive an expression for a portfolio performance measure which generalises the Sharpe and Sortino ratios. We demonstrate that in this framework the decision maker's skewness preferences have first-order impact on risk measurement even when the risk is small.  相似文献

Stochastic dominance rules provide necessary and sufficient conditions for characterizing efficient portfolios that suit all expected utility maximizers. For the finance practitioner, though, these conditions are not easy to apply or interpret. Portfolio selection models like the mean–variance model offer intuitive investment rules that are easy to understand, as they are based on parameters of risk and return. We present stochastic dominance rules for portfolio choices that can be interpreted in terms of simple financial concepts of systematic risk and mean return. Stochastic dominance is expressed in terms of Lorenz curves, and systematic risk is expressed in terms of Gini. To accommodate for risk aversion differentials across investors, we expand the conditions using the extended Gini.  相似文献

This paper estimates subsitutability/complementarity relations among financial assets denominated in foreign currencies. Utilizing a representative investor and a flexible functional form methodology, a mean-variance utility function was estimated and used to determine expected return and variance elasticities between assets in the world portfolio. The hypothesis that international assets are perfect substitutes was rejected. It was also found that relative changes in variance tended to have a bigger impact on asset demand than did relative changes in expected returns. Substituability/complementarity relationships were not strong except in specific cases where strong relationships were expected a priori.  相似文献

The fallacy that a many-period expected-utility maximizer should maximize (a) the expected logarithm of portfolio outcomes or (b) the expected average compound return of his portfolio is now understood to rest upon a fallacious use of the Law of Large Numbers. This paper exposes a more subtle fallacy based upon a fallacious use of the Central-Limit Theorem. While the properly normalized product of independent random variables does asymptotically approach a log-normal distribution under proper assumptions, it involves a fallacious manipulation of double limits to infer from this that a maximizer of expected utility after many periods will get a useful approximation to his optimal policy by calculating an efficiency frontier based upon (a) the expected log of wealth outcomes and its variance or (b) the expected average compound return and its variance. Expected utilities calculated from the surrogate log-normal function differ systematically from the correct expected utilities calculated from the true probability distribution. A new concept of ‘initial wealth equivalent’ provides a transitive ordering of portfolios that illuminates commonly held confusions. A non-fallacious application of the log-normal limit and its associated mean-variance efficiency frontier is established for a limit where any fixed horizon period is subdivided into ever more independent sub-intervals. Strong mutual-fund Separation Theorems are then shown to be asymptotically valid.  相似文献

Managed portfolios that take less risk when volatility is high produce large alphas, increase Sharpe ratios, and produce large utility gains for mean‐variance investors. We document this for the market, value, momentum, profitability, return on equity, investment, and betting‐against‐beta factors, as well as the currency carry trade. Volatility timing increases Sharpe ratios because changes in volatility are not offset by proportional changes in expected returns. Our strategy is contrary to conventional wisdom because it takes relatively less risk in recessions. This rules out typical risk‐based explanations and is a challenge to structural models of time‐varying expected returns.  相似文献
