THE RISK STRUCTURE OF INTEREST RATES AND INTERDEPENDENT BORROWING COSTS: THE IMPACT OF MAJOR DEFAULTS

This paper develops a new methodology for evaluating the impact of economic events on bond yields. Term structure information and implicit forward rates are used to generate expected bond yields, and the difference between actual and expected yields is interpreted as the information effect of the event. The methodology is applied to two studies of municipal default: the New York City default and the more recent Washington Public Power Supply System (WPPSS) default. The analysis provides evidence that the New York City default did have a significant impact on the interest cost of municipal financing in general. In the case of WPPSS, however, there is no indication of a significant default impact.

A point optimal test for heteroscedastic disturbances

A new test for additive heteroscedasticity in the disturbances of the linear regression model is proposed. Power functions of various forms of the new test are compared empirically with those of currently favoured tests for a range of heteroscedastic models. The results highlight the power advantage of a test which is MP1 at a central point in the alternative hypothesis parameter space. The main conclusion is that the recommended version of the new test is generally more powerful than existing tests against medium and severe heteroscedasticity, whereas the King and Szroeter tests perform better against weak heteroscedasticity.     

Tax policy,regulated interest rates,and saving

The paper evaluates tax policy options designed to reduce distortions to savings behavior that occur when administered interest rates are set beneath market equilibrium levels. While the removal of controls on interest rates might be the best option, political, legal or institutional circumstances might well preclude this solution. It suggests that consumption (or sales) taxes can be designed so that, in the short term, the rate of return to saving can be changed to approximate the market-determined interest rate. The main advantage of the measure is that it can provide (a) time to develop appropriate legal and institutional structures for financial deregulation, and (b) an additional policy instrument that allows the burden of adjustment, in a stabilization policy setting, to be distributed over more than one instrument.
